Candlestick Chart Definition

What is a candlestick chart?

A candlestick chart is a type of financial chart used to display price movements of assets such as stocks, forex pairs, precious metals, and indices over a specific period. Each candlestick represents the open, high, low, and close prices during a chosen timeframe.

In simple terms, a candlestick chart means a visual representation of price action that helps traders analyse market trends and sentiment.

Candlestick charts originated in Japan and have become one of the most widely used tools in technical analysis. They allow traders to see market activity quickly and identify potential trading opportunities.

Components of a candlestick

Each candlestick contains four key pieces of information:

  • Open: The price at the start of the period.

  • High: The highest price reached during the period.

  • Low: The lowest price reached during the period.

  • Close: The price at the end of the period.

A candlestick consists of two main parts:

  • Body: Shows the difference between the opening and closing prices.

  • Wicks (or shadows): Show the highest and lowest prices reached during the period.

Common candlestick types

  • Bullish candlestick: The closing price is higher than the opening price, indicating buying pressure.

  • Bearish candlestick: The closing price is lower than the opening price, indicating selling pressure.

How to read a candlestick chart

Reading a candlestick chart involves analysing the relationship between open, high, low, and close prices.

A long bullish candle often suggests strong buying momentum, while a long bearish candle may indicate strong selling pressure.

Traders also pay attention to:

  • The size of the body

  • The length of the upper wick

  • The length of the lower wick

  • The position of the candle within a trend

These characteristics can provide clues about market sentiment and possible future price movements.

Common candlestick patterns

Individual candles and groups of candles can form patterns that traders use to identify potential market signals.

Common patterns include:

  • Doji: Indicates market indecision.

  • Hammer: May signal a bullish reversal after a downtrend.

  • Bullish engulfing: Suggests increasing buying momentum.

  • Bearish engulfing: Suggests increasing selling pressure.

While candlestick patterns can provide useful insights, traders often combine them with other technical indicators to improve decision-making.

Why do traders use candlestick charts

Candlestick charts are widely used because they provide a detailed view of market activity in an easy-to-read format.

  • Visual clarity: Displays price movements clearly.

  • Market sentiment analysis: Helps identify buying and selling pressure.

  • Pattern recognition: Allows traders to spot potential reversals and continuations.

  • Versatility: Can be used across stocks, forex, commodities, and cryptocurrencies.

By understanding candlestick charts, traders can gain valuable insights into price behaviour and improve their technical analysis skills.

Risk Warning: Trading CFDs involves significant risk and may not be suitable for all investors. Losses can exceed your initial deposit. Please ensure you fully understand the risks involved before trading.
