MUFG flags EUR/USD 200-day moving average cap as overvaluation risks mount ahead of ZEW sentiment

MUFG says EUR/USD is struggling to clear its 200-day moving average, with resistance flagged at 1.1630, while the bank’s short-term regression model puts spot at 2.5%-3.0% overvalued. The note adds that softer US data last week has eased Federal Reserve rate-hike expectations, yet the US Dollar Index has held above its own 200-day moving average at 99.185, limiting the scope for an immediate dollar reversal.

The bank argues that euro support from yield differentials could erode if growth worries intensify on higher energy prices or if broader inflation pressures, including food, become more evident. With the euro a major component of the DXY basket, a break in the dollar index’s 99.185 support level is framed as a potential catalyst for momentum, while the euro’s technical ceiling remains in focus. MUFG points to today’s ZEW Expectations index as a near-term gauge of whether such risks are starting to depress sentiment and weigh on the currency in coming months.

Trading Strategy and Technical Levels

We recommend that derivative traders position for a near-term pullback in the EUR/USD pair over the coming weeks. Our short-term valuation models indicate the Euro is currently overvalued by about 2.5% to 3.0%, making it highly vulnerable to downside pressure. To capitalize on this, we should favor buying EUR/USD put options or establishing bear put spreads to protect capital while capturing the downward move.

Technically, the Euro remains capped near its crucial 200-day moving average, a ceiling that has historically triggered strong sell-offs during periods of weak global growth. If we look at historical trends from past energy shocks, a failure to break through this resistance level often leads to a rapid 2% to 4% depreciation. Traders should closely monitor these key technical levels, as a failure to break resistance will likely accelerate bearish options volume.

Macro Risks and Near-Term Catalysts

We must also account for rising Eurozone growth risks driven by volatile natural gas prices and broader inflationary pressures. For example, recent data shows Eurozone manufacturing PMIs have struggled to stay out of contraction territory, while energy import costs remain a persistent threat to industrial output. These macro headwinds are highly likely to erode the yield support that has recently kept the Euro afloat against the US Dollar.

The upcoming ZEW Expectations index will serve as a critical gauge to see if these economic risks are actively dampening market sentiment. A weak reading will likely confirm building downside risks, prompting us to increase our short EUR exposure via delta-hedged strategies. By utilizing structured options rather than spot trading, we can protect our portfolios against sudden, data-driven volatility in the weeks ahead.
