The price-to-earnings, or P/E, ratio is the measurement of a company’s financial health and future growth potential by dividing its stock price by earnings per share (EPS). It’s one of the most widely used valuation metrics in fundamental analysis, offering a quick way to gauge how a share is priced relative to its underlying profitability.
The formula is straightforward:
For example, a company trading at £20 per share with earnings per share of £2 has a P/E ratio of 10, meaning investors are currently paying ten times the company’s annual earnings for each share held.
A higher P/E ratio can suggest that investors expect stronger future earnings growth, and are willing to pay a premium for that potential. A lower P/E ratio can indicate the market has more modest growth expectations, though it may also reflect underlying concerns about the company that aren’t immediately obvious from the ratio alone.
P/E ratios are most meaningful when compared against companies operating in the same sector, since average ratios vary considerably between industries with different growth profiles. Comparing a high-growth technology company’s P/E ratio directly against a mature utility company’s, for instance, rarely offers a fair or useful comparison.
As a precaution, the P/E ratio is based on past or estimated earnings and doesn’t account for debt levels, cash flow, or one-off items that might be distorting the underlying figures. It works best used alongside other fundamental measures, rather than as a standalone basis for any investment decision.
The price-to-earnings ratio offers a fast, widely understood snapshot of how a share is valued relative to its earnings. Used alongside broader research into a company’s financials and sector, it remains a useful starting point for fundamental analysis.
