Price discovery is the process of determining the spot price of a product. It happens continuously as buyers and sellers interact in the market, with each new transaction reflecting the most current agreement on what an asset is worth at that exact moment.
Price discovery occurs through the constant interaction of supply and demand, as orders are placed, matched, and executed across an exchange or between market participants. Every new piece of information, from economic data to company news, can shift this balance, prompting the price to adjust to reflect updated expectations.
Markets with deep liquidity and many active participants tend to produce more efficient price discovery, since a wide range of views and information are reflected quickly in the price. Thinner, less liquid markets can see price discovery happen more slowly or unevenly, sometimes resulting in larger price gaps between trades.
In an order-driven market, price discovery happens through a central order book matching buyers and sellers directly. In a quote-driven market, market makers play a more active role, setting prices that then adjust based on the flow of orders they receive, contributing to the same overall price discovery process in a different way.
As a precaution, price discovery can become temporarily distorted during periods of extreme volatility, low liquidity, or unusual trading activity, occasionally producing prices that don’t fully reflect genuine supply and demand. Treating any single price point as absolute, particularly during disorderly conditions, can lead to a misleading read of true market value.
Price discovery is the continuous, evolving process through which markets settle on what something is genuinely worth at any given time. Understanding how it works helps explain why prices move the way they do, and why no single price is ever truly final.
