Netting is the process of offsetting multiple trades or positions against each other, so that only the combined, or net, exposure remains. Rather than treating each trade in isolation, netting looks at their combined effect, simplifying what would otherwise be a longer list of individual positions to track.
Position netting – combining multiple trades in the same asset into a single net position
Payment netting – consolidating multiple cash flows between two parties into one net payment
Close-out netting – offsetting obligations between two parties if one defaults, typically used in derivatives contracts
By reducing the number of separate exposures a trader or institution has to manage, netting can simplify risk management and reduce the operational load of tracking many individual positions.
For an individual trader, netting often comes into play when holding multiple positions in the same instrument, where a broker’s account structure may automatically combine them into a single net figure rather than tracking each trade separately. This differs from a hedging account structure, where opposing trades in the same instrument can be held side by side without being combined, allowing a trader to track multiple individual positions even if they technically offset one another in direction.
Beyond individual trading accounts, netting plays an important role at the institutional level, particularly in derivatives markets, where close-out netting arrangements help reduce exposure between counterparties if one side defaults on its obligations. Rather than settling every individual contract separately, the net amount owed between the two parties is calculated and settled as one figure, which can significantly reduce the overall amount of capital tied up in managing that risk.
Not every broker or platform applies netting in the same way, and the rules governing how positions are combined, or kept separate, can differ depending on the account type and the regulatory environment a provider operates under. Understanding which convention applies to a particular account is useful before assuming multiple trades in the same instrument will behave a certain way, since the outcome can differ meaningfully between a netting and a hedging account structure.
Regulators in some jurisdictions require firms to report their net exposure rather than every individual underlying trade, particularly for derivatives positions subject to close-out netting arrangements. This reporting approach reflects a recognition that the net figure is often what genuinely matters for assessing systemic risk, rather than the gross total of every individual contract outstanding before any offsetting is taken into account.
Netting brings together multiple trades or obligations into a single, more manageable figure. Understanding which type of netting applies in a given context helps clarify what that figure actually represents, rather than assuming every account or arrangement treats offsetting positions the same way.
