Market risk is the risk of loss arising from adverse movements in market prices. It affects nearly every tradable asset, from currencies and shares to commodities and indices.
Unlike risks specific to a single company or instrument, market risk often stems from broader factors such as interest rate changes, economic data, geopolitical events, or shifts in overall investor sentiment.
Interest rate risk — changes in central bank policy affecting currency and bond valuations.
Volatility risk — sudden swings in price driven by news or shifting sentiment.
Liquidity risk — wider spreads or price gaps when buyers or sellers become scarce.
Traders sometimes use diversification, position sizing, and tools such as stop-loss orders to help manage exposure to market risk. Some also use derivative instruments to offset, or hedge, existing exposure in another asset.
As a caution, no method removes market risk entirely. These approaches are intended to help manage exposure, not to guarantee protection from loss.
Market risk is sometimes called systematic risk, because it affects a market broadly rather than one individual asset. This is different from unsystematic risk, which relates to factors specific to a single company or instrument, such as a product recall or management change.
Diversification can help reduce unsystematic risk, but it generally has less effect on market risk, since broad market movements tend to influence most assets in a given market to some degree.
Market risk cannot be avoided by trading itself, only managed. Being aware of where it comes from, and using appropriate risk management tools, is a practical step for any trader navigating price-driven markets.
