Known-unknowns are risks or uncertainties that a decision-maker is aware of but cannot accurately quantify or predict in advance. The phrase captures a specific category of risk: you know the risk exists — you simply do not know when, how, or to what degree it will materialise. The concept gained broad recognition after Donald Rumsfeld’s 2002 press briefing, but it has long been embedded in risk management frameworks across finance, military strategy, and policy.
| Category | Definition | Example in Markets |
|---|---|---|
| Known-knowns | Risks you know about and can measure | Interest rate schedules, earnings dates |
| Known-unknowns | Risks you know exist but cannot quantify | Election outcome, court ruling |
| Unknown-knowns | Risks you have information on but ignore | Overlooked macro data signal |
| Unknown-unknowns | Risks you are entirely unaware of | A black swan event |
Financial markets are populated with known-unknowns. A central bank meeting is a known event on the calendar — but the exact magnitude of any rate move, or whether the tone will be more hawkish or dovish than expected, is unknown until the decision is released. A geopolitical election is scheduled months in advance, but its market impact remains uncertain until the result is known. Traders who identify these known-unknowns in advance can plan their exposure management without necessarily predicting the outcome.
Common approaches include:
Reducing position size ahead of events with uncertain binary outcomes
Using options to define maximum loss while retaining exposure to a favourable result
Setting conditional orders that respond to the outcome automatically
Identifying assets most sensitive to the known-unknown and assessing appropriate exposure
Traders and risk managers who dismiss known-unknowns — treating them as unlikely or unimportant simply because they are hard to quantify — often find themselves heavily exposed when those risks materialise. The inability to measure a risk precisely is not the same as the risk being small. Structuring portfolios to tolerate a range of outcomes, rather than a single expected scenario, is the standard response to this category of uncertainty.
Incorporating known-unknowns into trading and investment decision-making is a mark of intellectual honesty and risk discipline. Acknowledging that a material risk exists — even without a precise probability — is often sufficient to prompt better position sizing, smarter hedging, and more resilient portfolio construction.
