The Fisher effect is an economic theory describing the relationship between interest rates and inflation. In its common form, it suggests that changes in expected inflation are reflected in nominal interest rates, so that the real return, once inflation is stripped out, tends to stay more stable. The idea, associated with economist Irving Fisher, is widely used to think about how rates and inflation move together.
The theory connects three figures: the nominal interest rate, the real interest rate and the expected inflation rate. In simple terms, the nominal rate is approximately the real rate plus expected inflation. If inflation expectations rise, nominal rates tend to rise as well, so that lenders are compensated for the reduced purchasing power of future repayments.
Nominal interest rate ≈ real interest rate + expected inflation
Higher expected inflation tends to push nominal rates up
The real interest rate reflects the return after inflation
It helps explain why rates and inflation often move together
The Fisher effect is a simplified model, and real markets are influenced by many factors beyond inflation expectations, including central bank policy, growth and sentiment. The relationship holds more clearly over the long term than day to day. Treating it as a precise predictor of rate moves can be misleading, as short-term dynamics often diverge from the theory.
The Fisher effect offers a useful framework for understanding why nominal interest rates and inflation tend to move in the same direction. Recognising the difference between nominal and real returns helps traders interpret rate and inflation data with more perspective. Across VT Markets instruments, grasping these relationships supports clearer reading of economic conditions.
