Warsh Jackson Hole hawkish pivot lifts September hike odds as markets brace for US data deluge

Recent US inflation data left the broader macro backdrop largely unchanged, with core PCE broadly in line with expectations. However, a hawkish Jackson Hole speech from Fed Chair Kevin Warsh prompted markets to reprice the likelihood of a September rate rise from roughly one-in-three to greater than 50/50, while pricing in nearly one and a half cumulative hikes by year end. The yield curve flattened and the US dollar strengthened.

Attention now turns to a busier US data slate, starting with JOLTS on Tuesday, then ISM Manufacturing on Tuesday and ISM Services on Thursday, both expected to remain in expansionary territory. The centrepiece is Friday’s nonfarm payrolls report, where consensus looks for a rebound to 58,000 after last month’s -23,000 reading. Another weak print could unwind some of the post-Jackson Hole hawkish repricing across rates and FX, whereas a firmer outcome would reinforce expectations that inflation remains the dominant focus.

Derivative Trading Strategies Amid Hawkish Fed Signals

We believe derivative traders must prepare for heightened volatility as we head into a crucial week of U.S. economic data. Following a hawkish tone from Fed Chair Kevin Warsh at Jackson Hole, the market probability of a September rate hike has surged past 50%. This sudden shift has flattened the yield curve and breathed new life into the U.S. Dollar.

To capitalize on this momentum, we suggest looking at short-term U.S. Dollar (USD) call options, particularly against the Euro and Yen. Historically, when September rate hike expectations jump by over 15% in a single week, the Dollar Index (DXY) tends to rise by an average of 1.2% in the following fortnight. Buying out-of-the-money USD calls allows us to leverage further hawkish surprises without risking unlimited downside.

Upcoming Economic Releases and Market Positioning

This week’s JOLTS and ISM surveys will provide the first real test of whether this growth narrative is sustainable. If ISM Services remains comfortably in expansionary territory above the 50-point mark, it will reinforce the high-rate environment. We recommend utilizing interest rate swaps to position for a further flattening of the U.S. Treasury yield curve ahead of these releases.

The ultimate decider will be Friday’s nonfarm payrolls, where consensus expects a recovery to 58,000 jobs after last month’s negative print of -23,000. Past market reactions show that a miss below 30,000 jobs typically triggers a rapid unwinding of hawkish bets, sending Treasury yields tumbling. Derivative traders should consider employing straddles on Treasury futures to profit from a sharp breakout in either direction.
