USD/JPY Steady as Oil Dip Supports Yen, Fed and BoJ Meetings Loom Amid Iran Tensions

USD/JPY was subdued for a second day, trading around 163.60 in Asian hours on Monday, as the Japanese Yen found support from lower oil prices after the US chose not to strike Iran over the weekend and Tehran paused retaliatory action. Japan’s reliance on Middle Eastern crude keeps the currency sensitive to swings in energy costs and any disruption risk. The pair also softened as the US Dollar eased with risk aversion receding on the pause, which followed 13 days of escalating conflict, although concerns linger after Iran-backed Houthis in Yemen said they attacked Saudi facilities along the Red Sea.

Domestic politics added pressure: Prime Minister Sanae Takaichi’s approval rating fell in July to its lowest since taking office last year, according to Yomiuri, as living costs rose and bond yields climbed under expansionary policy that has coincided with the Yen sliding to four-decade lows. Reports said Washington halted strikes partly due to worries over depleting interceptor supplies and a diminishing set of Iranian targets, while General Dan Caine was reported to have warned on Friday that continued operations would strain key munitions reserves. The Fed is expected to hold rates on Wednesday, with a resumption of rate hikes priced for September, while the Bank of Japan is also seen holding on Friday.

Volatility Strategies For USD/JPY Amid Geopolitical And Energy Risks

With USD/JPY hovering around the 163.60 mark, we believe derivative traders should prepare for a massive surge in volatility over the coming weeks. The temporary pause in US-Iran tensions has briefly strengthened the Yen, but the underlying geopolitical and macroeconomic drivers remain highly unstable. We recommend utilizing long straddle options strategies to profit from sharp movements in either direction, especially with critical central bank decisions looming this week.

Japan relies on the Middle East for over 90% of its crude oil imports, making the Yen incredibly sensitive to any sudden energy supply disruptions. While crude prices have dipped temporarily, the ongoing Houthi attacks on Saudi Red Sea facilities threaten to quickly push oil prices back up. We suggest hedging against a sudden Yen depreciation by buying out-of-the-money USD/JPY call options to capture rapid spikes if Middle Eastern energy infrastructure is hit.

Central Bank Meetings And Political Pressures As Key Catalysts

This week’s central bank lineup is a massive volatility catalyst, with the Federal Reserve meeting on Wednesday and the Bank of Japan on Friday. Although both are widely expected to hold rates steady for now, any hawkish surprise from the Fed could easily push USD/JPY past its recent 40-year highs. We advise keeping option expiries short, focusing on one-to-two-week contracts to capture these immediate post-meeting reactions without overpaying for premium.

Furthermore, Prime Minister Sanae Takaichi’s plunging approval rating adds severe domestic pressure on Japanese government bonds. Her expansionary fiscal policies have already pushed 10-year Japanese Government Bond yields to multi-year highs, creating a highly unpredictable environment for the Yen. We suggest monitoring the bond futures market closely, as any sudden spikes in yields will trigger violent unwinding of Yen carry trades.
