USD/JPY climbed to 154.87 on Tuesday as the yen weakened for a second straight session, with the dollar firming ahead of a widely anticipated Federal Reserve rate increase this week. Higher oil prices have added to the yen’s headwinds by lifting Japan’s import bill and increasing energy-related costs for an economy reliant on imported fuel. Even so, the yen remains near seven-month highs, underpinned by expectations of tighter Bank of Japan policy, alongside carry-trade unwinds and signs of capital repatriation.

The Bank of Japan is expected to lift its policy rate to 1.25% on Friday, which would be the highest level since April 1995, while markets look for guidance on the chance of another increase before year-end. On the H4 chart, USD/JPY has ranged around 154.13, stretching down to 153.23 and up to 154.95; a break higher could target 155.05, while a break lower would point to 152.40. MACD shows the signal line below zero but rising, and the H1 view shows a move from 154.95 to 153.98 before a renewed push towards 155.05, after which a pullback to 153.70 could extend to 152.40; Stochastic sits below 80 and is turning down towards 20.

Short-Term Dollar Strength and Tactical Trading Opportunities

We suggest that derivative traders prepare for short-term upward volatility in the USD/JPY pair toward the 155.05 level. With the US dollar gaining strength ahead of the upcoming Federal Reserve meeting, buying short-term call options or entering tight long positions offers a strong tactical play. Historically, similar pre-meeting dollar rallies have provided reliable, quick-yielding long setups before major central bank decisions.

This upward pressure on the yen is also fueled by rising energy costs, with Japan’s trade deficit widening due to high global oil prices. However, we must prepare for a sudden shift as the Bank of Japan is expected to raise its policy rate to 1.25% this Friday, the highest level since 1995. Japan’s inflation has remained stubbornly above 2%, making this rate hike a crucial tool for the central bank.

Anticipating a Yen Reversal and Profiting from Bearish Trades

To profit from this pivot, we recommend transitioning to short positions or purchasing put options once the currency pair reaches the 155.05 target. Technical indicators like the Stochastic oscillator suggest that the current rally is overextended and a reversal is highly probable. Once the Bank of Japan confirms its rate hike, we expect a rapid decline toward the 153.70 support level.

A break below this initial target could trigger a wider unwinding of the yen carry trade, reminiscent of the dramatic market shifts seen in 2024. In this bearish environment, we advise traders to target the next support level at 152.40. Using trailing stops on these short positions will help us protect gains as Japanese investors continue to bring their capital back home.
