US Payrolls Beat Forecasts; Fed September Hike Odds Edge Higher Ahead of CPI

US August payrolls rose by 162,000, and the prior two months were revised up by 55,000. The unemployment rate held at 4.1%, while wage growth was described as benign and job gains were concentrated in a limited set of sectors. Market pricing for a 25bp Federal Reserve move shifted to 16bp, from 12.5bp the previous day following comments from Governor Waller.

Attention now turns to the next US inflation release as the main input for the September decision. Forecasts referenced in the report point to a 0.4% month-on-month rise in headline CPI and a 0.2% increase in core prices excluding food and energy. The piece also states that Chair Kevin Warsh has characterised the economy as being at full employment, and it notes the article was produced using an AI tool and reviewed by an editor.

Market Reaction and Immediate Trading Recommendations

Today’s stronger-than-expected August jobs report, showing 162,000 new positions and a steady 4.1% unemployment rate, has significantly shifted the near-term interest rate outlook. We believe derivative traders should immediately adjust their portfolios as the market has quickly priced in 16 basis points of a 25-basis-point hike for September, up from just 12.5 basis points yesterday. This sudden shift suggests that short-term interest rate futures are currently underpricing the actual probability of a Federal Reserve rate hike.

To capitalize on this momentum, we recommend derivative traders establish short positions on September Secured Overnight Financing Rate (SOFR) futures or buy put options on Fed Funds futures. Historical data from past tightening cycles shows that when the market underprices a hike, a subsequent hot inflation print triggers a rapid repricing that aggressively flattens the yield curve. With the crucial Consumer Price Index (CPI) release coming next Friday, locking in these defensive positions now offers an attractive risk-reward profile before the market fully adjusts.

Multi-Asset Strategies and Risk Management Ahead of CPI

We also expect the US Dollar Index (DXY) to gain further upward momentum as treasury yields rise, especially with the 2-year yield tracking closely to shifting Fed expectations. Traders should consider buying near-term out-of-the-money USD call options against the Euro or Japanese Yen to exploit this potential volatility. If next week’s core CPI meets or exceeds our 0.2% month-on-month projection, the dollar is highly likely to surge as a September rate hike becomes a near certainty.

Finally, we advise managing risk by trading interest rate volatility through options on Treasury Exchange Traded Funds (ETFs) like the iShares 20+ Year Treasury Bond ETF (TLT). Because the bond market remains highly sensitive to employment and inflation data, buying straddles or strangles on TLT ahead of next Friday’s CPI print will help protect portfolios against sharp, unexpected swings. This multi-asset derivative strategy ensures that we are well-positioned to profit regardless of the market’s initial reaction to the upcoming inflation numbers.
