UOB Sees USD/JPY Range-Bound with Mild Downside Bias as Yield Gap Narrows

USD/JPY swung between 158.33 and 159.13, leaving UOB seeing little in the latest price action to guide direction. The bank expects intraday trade to remain range-bound, with scope for moves between 158.55 and 159.30. In the prior session, the dollar briefly fell to 158.33 before closing almost unchanged at 158.93, a -0.08% move after an earlier rebound.

Over a one-to-three-week horizon, UOB maintains a slightly negative bias first flagged on 20 Aug when spot was 158.30, while judging that momentum is now fading. The bank still looks for the pair to drift lower rather than extend higher, but expects any decline to stay contained within a broader 156.60 to 159.60 band. Earlier, USD/JPY had dipped to 158.00 before rebounding to end at 159.05, a +0.56% gain.

Range-Bound Option Strategies Favored

We recommend that derivative traders focus on range-bound strategies for USD/JPY over the coming weeks, as the pair lacks clear directional momentum. Specifically, selling out-of-the-money options, such as iron condors, with boundaries anchored around the 156.60 and 159.60 levels looks highly attractive. This approach allows traders to capture premium decay while the exchange rate remains consolidated.

Light Short Bias For Directional Traders

For those seeking directional exposure, we lean toward a light short USD/JPY bias, executing near the upper limit of 159.30 to 159.60. Recent historical data shows that whenever the pair approaches the 160.00 threshold, intervention fears and shifting yield differentials act as a heavy ceiling. Traders can target a gradual drift down toward the 156.60 support level while keeping tight stop-losses just above 159.60.

This cautious, range-bound outlook is supported by narrowing interest rate differentials as the Federal Reserve eases policy and the Bank of Japan normalizes. With the BOJ holding its benchmark rate near 0.25% after historic hikes and the US Fed projected to continue its easing cycle, the massive yield gap is steadily shrinking. Consequently, implied volatility in USD/JPY options has stabilized, further favoring income-generating option strategies over breakout bets.
