UK Core Output PPI Cools to 0.5% in June, Easing Pressure on Bank of England Rates

UK core output producer prices on a month-on-month, non-seasonally adjusted basis eased to 0.5% in June, down from 0.8% in the prior reading. The move points to a slower pace of factory-gate price growth over the month.

The June outcome leaves core output PPI still rising on the month, but at a cooler rate than previously reported. No additional breakdowns were provided in the release beyond the shift from 0.8% to 0.5%.

Implications for Inflation and The Bank of England

The recent dip in the UK’s core output producer price index (PPI) from 0.8% to 0.5% in June shows that manufacturing inflation is cooling. We see this slowing momentum as a strong signal that upstream price pressures are easing, which will soon filter down to consumer prices. Consequently, we expect the Bank of England to face much less pressure to keep interest rates high in the coming months.

Trading Opportunities in Rates, Currency and Equities

In the interest rate derivatives market, we recommend looking at long positions on Sterling Overnight Index Average (SONIA) futures. Historically, drops in core monthly PPI of this scale have preceded a softer stance from the Bank of England, driving short-term yields lower. With market-implied expectations for a rate cut this autumn rising, buying these futures offers a compelling risk-reward ratio.

For currency derivative traders, this cooling inflation data is likely to weigh heavily on the British Pound. We suggest utilizing bearish option strategies, such as buying GBP/USD put options, to profit from a weaker Sterling. As interest rate differentials shift, the Pound is expected to lose ground against both the US Dollar and the Euro.

On the equity side, we should position for a bullish move in FTSE 100 index options and futures. Lower producer costs directly translate to better profit margins for major UK exporters and manufacturing giants. With UK gilt yields already softening in response to the inflation data, equity markets have a clear runway to push higher in the coming weeks.
