NZD/USD fell 0.38% on Tuesday to trade near 0.5880, pressured by a softer risk backdrop as tensions between the United States and Iran supported demand for the US Dollar. The move came even as expectations for further US monetary tightening eased after weaker July Nonfarm Payrolls and moderate inflation. Markets, via the CME FedWatch tool, now imply a 35% chance of a Federal Reserve rate rise at the next meeting, compared with 47% a month earlier, with attention turning to the Federal Open Market Committee minutes on Wednesday.

The New Zealand Dollar found some support from expectations the Reserve Bank of New Zealand could lift the policy rate by 25 basis points next month, while offshore demand for sovereign debt remained firm. Foreign investors held 58.9% of New Zealand government bonds in July 2026, up from 57.7% in June, and non-resident holdings rose to NZ$122.47bn from NZ$115.53bn, while non-resident repo holdings slipped to NZ$11.02bn from NZ$11.09bn. Inflation indicators showed the Selected Price Index at 3.5% year-on-year in July versus 4.9% in June; excluding petrol and diesel it was 2.2% versus 2.8%, while core card sales growth picked up to 3.5% year-on-year from 0.4% and overall sales rose to 3.5% from 1.3%.

Trading Strategies Amid Rising Geopolitical and Monetary Policy Risks

We suggest derivative traders prepare for increased volatility as NZD/USD hovers near the 0.5880 mark amidst rising US-Iran tensions. Historically, geopolitical standoffs in the Strait of Hormuz, such as the shipping disruptions in 2019, have driven the US Dollar Index up by over 2% within weeks as investors seek safe havens. Buying short-term NZD put options could be an effective way to hedge against further downside risk driven by these escalating tensions.

At the same time, we need to watch the upcoming FOMC minutes closely, especially since the market currently prices in only a 35% chance of a Fed rate hike. If the minutes confirm a more dovish stance due to weak July nonfarm payrolls, the US Dollar’s upward momentum could quickly stall. Traders can exploit this by setting up short-term straddle strategies on the USD to profit from sharp movements in either direction.

RBNZ Policy Outlook and Local Economic Factors

In New Zealand, we believe the market is overestimating the likelihood of future rate hikes by the Reserve Bank of New Zealand. Although offshore investors hold a massive 58.9% of New Zealand’s government debt, local inflation pressures are actually cooling rapidly. With the monthly Selected Price Index dropping to 3.5% in July from 4.9% in June, we recommend using interest rate swaps to position for a potential central bank pause.

While nominal retail card sales in New Zealand grew by 3.5% in July, real retail spending remains stagnant when adjusted for inflation. This weak domestic demand further supports our view that the central bank will not match hawkish market expectations in its upcoming September meeting. Positioning for a narrower yield spread between the US and New Zealand over the coming weeks offers a highly favorable risk-reward ratio.
