Japanese stocks are facing losses, with the Nikkei 225 falling by 2% during morning trades

Japanese stocks faced pressure after a selloff in US markets on Friday. The Nikkei 225 was down approximately 2% in Monday morning trading.

Despite this, stocks in Mainland China and Hong Kong exhibited greater resilience. The difference in performance between these markets was notable.

Significant Drop in Nikkei 225

We are seeing a significant 2% drop in the Nikkei 225 this morning, directly following Friday’s sharp sell-off on Wall Street. The catalyst appears to be the hotter-than-expected US PCE inflation data from August 29th, which came in at 3.1% and spooked investors about future Federal Reserve rate hikes. This global risk-off mood is hitting Japanese equities particularly hard.

With the Nikkei Volatility Index surging over 30% to 24.5, its highest level in months, we see a clear signal of rising fear in the market. This environment suggests that buying Nikkei 225 put options could be a prudent way to hedge or speculate on further declines in the coming weeks. The increased volatility, while making options more expensive, also points to the potential for larger price swings.

This setup feels very similar to what we experienced back in late 2022, when aggressive Fed policy was the main driver of global market volatility. In that period, markets that were sensitive to US interest rates, like Japan, saw sustained pressure. We should be prepared for a similar pattern to play out if the Fed maintains its hawkish tone.

Opportunity in Divergence

The resilience in Chinese and Hong Kong markets offers a distinct opportunity for a pairs trade. We can consider shorting Nikkei futures while going long on Hang Seng Index futures to play this divergence. This view is supported by China’s latest Caixin Manufacturing PMI, which unexpectedly rose to 51.2, suggesting a different economic trajectory from the West.
