German factory orders beat forecasts, boosting DAX and euro as ECB rate-cut bets ease

Germany’s factory orders rose 1.9% month on month in May, outpacing the 1.2% consensus forecast. The stronger reading points to firmer demand for German manufacturers during the period.

Resilience in German Economy and Impact on European Assets

The stronger-than-expected German factory orders for May suggest underlying resilience in Europe’s largest economy. After a sluggish first quarter where industrial output contracted by 0.5%, this data provides an early, positive signal for the third quarter. We view this as a reason to reconsider bearish positions on European assets in the coming weeks.

This report should provide support for the German DAX index, which has been trading in a tight range around the 19,500 level. We believe this positive surprise could act as a catalyst for a breakout to the upside. Consequently, we are looking to purchase call options on the DAX with September expiration dates to capture this potential upward momentum.

Euro Strength, ECB Policy, and Volatility Outlook

The data also strengthens the Euro, as it may cause the European Central Bank to be more patient with further interest rate cuts. Market pricing currently suggests a 60% chance of another ECB rate cut by December, a probability that could decrease if this industrial strength continues. We are therefore adding to long EUR/USD positions, using futures contracts to target a move toward the 1.1050 resistance level seen earlier this year.

Volatility in European equities, as measured by the VSTOXX index, has recently fallen to 13.5, indicating reduced market anxiety. This positive data point is likely to keep volatility suppressed in the near term. We see this as an opportunity to sell out-of-the-money put options on key German industrial stocks, collecting premium while the economic outlook appears to be improving.
