Foreign investors post record ¥4.94tn outflow from Japanese equities as yen risks rise

Japan’s foreign investment in Japanese equities deteriorated sharply on 18 September, with net flows falling to ¥-4,942.5bn from ¥-1,522.8bn previously. The move indicates a deeper net selling position by overseas accounts on the day, reversing further from the prior reading.

The data point captures a one-day shift in cross-border equity flows, with the September 18 figure extending the negative trend in foreign activity. Both readings are in billion yen terms, and the latest number implies heavier outflows than the previous observation.

Record Foreign Outflows and Shifting Market Sentiment

We are seeing a massive wave of foreign capital fleeing Japanese equities, with net sales accelerating to a staggering ¥-4.94 trillion (about $34.3 billion) for the week ending September 18. This represents the largest weekly outflow on record, dwarfng the previous week’s outflow of ¥-1.52 trillion. This aggressive selling by foreign investors signals a sharp pivot in sentiment, primarily driven by unwinding yen carry trades and fears of further interest rate hikes by the Bank of Japan.

Trading Implications: Equity Downside and Volatility Strategies

For derivative traders, we recommend positioning for heightened volatility in the Nikkei 225 index and the USD/JPY currency pair over the coming weeks. Given this historic capital flight, purchasing near-term put options on the Nikkei 225 or Japanese equity ETFs (like the EWJ) offers a defined-risk way to capitalize on further downward momentum. Historically, when weekly foreign outflows exceed ¥1 trillion, the Nikkei has faced continued downward pressure for an average of three to four weeks.

Additionally, we should closely monitor the yen’s strength, as the correlation between foreign equity selling and a strengthening yen remains tight. Utilizing long volatility strategies, such as straddles or strangles on USD/JPY options, is highly appropriate here as the Bank of Japan’s hawkish stance collides with global market uncertainty. By capitalizing on these extreme capital flows, we can exploit the mispricing in option premiums before the market stabilizes.
