Foreign exchange took centre stage at the start of the first full trading week of Q4, with the euro sliding to a 17-month low and hovering below $1.12 against the USD after a 0.5% fall at the open. Attention remained on Eurozone sovereign risk as political and fiscal gridlock in France pushed wider the French–German 10-year yield spread, while Spain also drew focus after a snap election was called for late November. Despite those pressures, French and Spanish yields fell on Monday and bond prices rose, led by the short end of the curve.

Equities were mixed. France’s CAC 40 fell 1.2%, weighed by Schneider Electric after it agreed to buy a Boston-based industrial software group for $23.7bn, sending its shares down 10%, while French banks also traded lower. The Eurostoxx 600 edged up 0.1%. In Brazil, the Bovespa led gains after Flavio Bolsonaro won the first-round vote, with the run-off set for 25 October. In commodities, Brent traded around $101.70 per barrel, supporting European bonds; EUR/USD was down 1.5% over the past week and more than 3% over the past month.

Euro and European Fixed Income Strategies

With the euro hitting a 17-month low below $1.12, we believe derivative traders should focus on short-term put options or short positions targeting the $1.10 level. The currency’s 3% drop over the last month shows strong downward momentum, but we must watch for a temporary pause before the next leg down. Traders should use tight stop-losses near $1.1250 to protect against sudden short-covering rallies.

We recommend trading volatility in European debt by focusing on the French-German 10-year yield spread, which has recently hovered near a highly stressed 80 basis points. Since the current pullback in French and Spanish yields appears temporary, traders can look to position for wider spreads using interest rate derivatives or options on government bond futures. The upcoming snap election in Spain at the end of November will likely keep peripheral European bond yields highly volatile in the weeks ahead.

Equity and Commodity Trading Recommendations

In the equity space, we suggest buying protective put options on the CAC 40 and broader European indices, as French banking stocks remain under pressure. While the Eurostoxx 600 has held up remarkably well with a minor 0.1% gain today, rising bond yields are highly likely to drag stock markets down in the coming weeks. Idiosyncratic shocks, like the massive 10% sell-off in Schneider Electric following its $23.7 billion acquisition, highlight how fragile individual corporate names currently are.

For emerging market traders, the Brazilian Bovespa presents a tactical buying opportunity using call options following the first-round election results on October 4. With the decisive second round scheduled for October 25, we expect pro-business sentiment to fuel further relief rallies in the near term. Traders can utilize options on Brazilian index exchange-traded contracts to capture this upside while strictly limiting their downside risk.

Finally, we must closely monitor Brent crude as it trades around $101.70 per barrel, as energy prices are directly impacting European inflation and fiscal outlooks. If oil fails to drop further, European bond markets will likely face renewed selling pressure, which will strengthen the case for short euro positions. We should treat any sudden spike in crude prices as a signal to reduce risk exposure in European assets.
