EUR/USD Extends Gains as ECB Holds Rates, September Hike Bets Rise Ahead of PMI Data

EUR/USD traded near 1.1385 in early European hours on Friday, extending gains above 1.1350 after the European Central Bank kept key rates unchanged at its July meeting while leaving scope for a move in September. Markets awaited preliminary July PMI readings for the Eurozone, Germany and the US later in the day. The ECB cited energy-price pressures as a risk to inflation staying above its 2% target, and it projected inflation would remain above target until the first half of 2027.

Derivatives pricing implied about 95% odds of a 25-basis-point ECB hike in September, with a similar probability of another move by December, according to Reuters. MUFG said short-term yields had risen to fresh year-to-date highs as markets priced a more hawkish path for the ECB and the Fed, with the euro-zone curve implying two to three further ECB hikes over the next year and the US curve around two Fed hikes over the same period. Geopolitical risk also remained in focus after the US carried out a 13th consecutive night of strikes on Iran, a backdrop that can support the US Dollar as a safe-haven.

Positioning And Strategy Amid Yield Differentials

With the EUR/USD climbing near 1.1385, we believe derivative traders should position for continued near-term Euro strength by targeting short-dated call options. This upward momentum is heavily backed by the widening yield spread between European and US short-term bonds, as Eurozone yields rise faster to price in more aggressive interest rate hikes. Historically, when short-term yield spreads shift in favor of the Eurozone as they are doing now, the Euro tends to see sustained upward pressure over the subsequent two to three weeks.

We must closely watch today’s preliminary July PMI readings from the Eurozone, Germany, and the US, which will serve as the immediate catalyst for option pricing. Stronger-than-expected European PMIs will likely solidify the 95% market probability of a September ECB rate hike, sending EUR/USD implied volatility higher. Traders should consider buying short-term straddles to capture the inevitable price breakout following these high-impact economic releases.

Risk Management And Broader Derivatives Opportunities

However, we advise keeping a tight leash on long Euro positions due to the escalating military conflict between the US and Iran in the Middle East. Historically, sudden spikes in energy prices and geopolitical tension trigger a classic “risk-off” flight to safety, which drastically favors the US Dollar as a safe haven. To hedge this risk, we recommend purchasing cheap, out-of-the-money USD call options (EUR/USD puts) as a protective buffer against a sudden downward reversal in the currency pair.

Beyond the spot forex market, we see highly lucrative opportunities in interest rate derivatives like Euribor futures. With markets now pricing in up to three additional ECB rate hikes over the next year compared to only two for the Federal Reserve, shorting short-term Eurozone debt futures remains a high-conviction play. This monetary policy divergence will continue to dictate capital flows, making yield-curve strategies highly attractive for the coming weeks.
