EUR/JPY holds near 184.15 as ECB and BoJ rate hike bets fuel volatility risk

EUR/JPY edged up 0.15% on Friday to about 184.15, holding firm even as markets price a possible Bank of Japan rate rise as soon as September alongside further Eurozone tightening. Traders broadly expect an ECB move at the September meeting that would be its second hike this year, while Eurozone inflation risks are still skewed to the upside. Eurostat’s second estimate showed GDP rose 0.4% quarter-on-quarter in Q2 after 0% previously, and increased 1% year-on-year, accelerating from an upwardly revised 0.5% gain in the prior quarter.

The cross’s upside is constrained by Japan’s policy outlook and scrutiny of potential foreign-exchange action after the Ministry of Finance said the US and Japan jointly intervened in late July. Nordea’s published path points to three 25bp increases taking the deposit rate to 3%, with moves pencilled in for September, December and March 2027, while Commerzbank expects a September hike only to 2.5% and then cuts towards end-2027. Japan pricing implies close to a 75% chance of a 25bp BoJ hike in September; two-year US:Japan swap differentials have narrowed nearly 40bp since mid-July. DBS sees Japan GDP growth at 0.8% QoQ saar versus 1.8% in 1Q, with sensitivity to USD/JPY and the September FOMC outcome.

Pivotal September Meetings Set Stage for Volatility

We are looking at a highly pivotal period for EUR/JPY as both the ECB and the BoJ prepare for critical September meetings. With the pair currently trading near 184.15, derivative traders should prepare for heightened volatility as both central banks look poised to tighten policy. Historical data shows that when dual rate decisions loom, EUR/JPY’s one-month implied volatility frequently climbs well above its average 8.5% level.

Strategic Option Trades as Central Banks Tighten

For the Euro side, we recommend using options to capture the market’s split over whether the ECB’s deposit rate will peak at 2.5% or push toward 3.0%. The Eurozone’s steady 1% annual GDP growth confirms the economy is resilient enough to handle further tightening. We suggest utilizing bull call spreads on the Euro to profit if the ECB leans into a faster, quarterly hiking path.

Meanwhile, the Japanese Yen remains highly sensitive, with swap markets pricing in a 75% chance of a September BoJ rate hike. Because the US and Japan recently intervened to stop excessive Yen volatility, we must protect against sudden, aggressive government moves. We advise buying out-of-the-money EUR/JPY put options to hedge against sudden downside spikes that can easily exceed 250 pips in a single session.

With two-year swap differentials having already narrowed by nearly 40 basis points, the historical correlation between these currencies is shifting. We believe a neutral stance is risky, so we favor trading long strangles to capture a breakout in either direction. This allows us to benefit from the inevitable expansion in volatility as the September central bank showdown approaches.
