Dollar Index rebounds towards 100 as Iran tensions and strong US factories data lift demand

The US Dollar Index (DXY) edged back towards 100 on Monday, supported by firmer US manufacturing data and renewed uncertainty over US-Iran contacts after last week’s sell-off, which followed joint intervention by Washington and Tokyo to support the Japanese Yen (JPY). DXY was trading around 100 at the time of writing, rebounding from an intraday low of 99.42, its weakest level since 15 June. The index had opened the week under pressure after US President Donald Trump said he had called off a planned strike on Iran and that negotiations were expected to begin on Monday, before sentiment shifted when Iran denied any talks.

In subsequent remarks, Trump accused Iran’s leadership of being “duplicitous”, said the US Navy controls the Strait of Hormuz, and warned a blockade would remain until Iran agrees to a deal or surrenders. Separately, US ISM Manufacturing PMI rose to 55.6 in July from 53.3 in June, beating the 54 forecast and marking the highest reading since May 2022. Focus now moves to this week’s US labour market data and the September policy outlook, with the CME FedWatch Tool indicating markets price in about a 60% chance of a rate hike; Brown Brothers Harriman also sees DXY retreating into a 96.00–100.00 range.

Trading Strategy: Focus on Volatility and Safe-Haven Positioning

With the US Dollar Index hovering near the crucial 100 mark, we recommend derivative traders focus on volatility plays rather than directional bets in the coming weeks. Given the recent joint US-Japan intervention that supported the Yen, implied volatility in USD/JPY options remains elevated, creating premium-selling opportunities for range-bound traders. Historically, coordinated currency interventions trigger short-term swings of 2% to 4%, meaning we should position for sharp, two-way liquidations as the market tests these policy-driven boundaries.

With the market pricing in a 60% probability of a September Fed rate hike, we should closely monitor short-term interest rate futures to trade the shifting policy outlook. The stronger July ISM Manufacturing PMI of 55.6 suggests the US economy remains highly resilient, which could force the central bank’s hand. If upcoming labor data confirms this economic strength, we expect a rapid repricing of rate hike odds toward 80%, making bearish positions on Treasury futures highly lucrative.

As some strategists predict the US Dollar Index will consolidate within a 96.00 to 100.00 range, range-bound options strategies like iron condors are highly attractive right now. We advise setting the upper boundary slightly above 100.50 to account for temporary spikes driven by sudden safe-haven flows.
