Canadian dollar rally loses momentum as softer CPI tempers BoC hawkish signal

Softer-than-expected Canadian inflation data limited the scope for a sustained Canadian Dollar rally, despite hawkish messaging from the Bank of Canada. September CPI printed at 3.1% y/y, up 0.1pp from August, while prices rose 0.1% m/m (0.118 unrounded); this was 0.1pp below the 3.2% forecast. At the same time, CPI-trim and CPI-median both eased by 0.1pp to 1.8% and 1.9%, versus market expectations of 1.9% and 2.0%, pointing to narrower price pressures.

After USD/CAD recovered some ground following earlier moves tied to the BoC’s hawkish signal, expectations were framed around the next BoC rate hike in Q1 2027. The near-term focus was on potential repricing of remaining 2026 tightening expectations, while the backdrop was described as offering few catalysts for an immediate US Dollar selloff. Against that, USD/CAD was seen struggling to hold a break above 1.43 into year-end, and Canadian Dollar strength was positioned to be faded through CAD/MXN; the prior move to 1.43 was linked to Liberation Day in 2025 under a different macro environment.

Trading the Canadian Dollar: Fading Near-Term Rallies

We recommend fading any near-term rallies in the Canadian Dollar as softer underlying inflation data points to a cooling economic backdrop. September headline inflation rising just 0.1% month-over-month, alongside core measures falling below 2.0%, signals that aggressive rate hikes this year are unlikely. Derivative traders should capitalize on temporary Canadian Dollar gains by opening short positions, as market expectations for near-term policy tightening look overextended.

CAD/MXN and USD/CAD: Structuring Trades for Persistent Weakness

To position for persistent Canadian weakness, we favor taking downside exposure on CAD/MXN using options or forward contracts. High yield differentials continue to favor the Mexican Peso, especially as Canada’s economic growth remains sluggish below 1.5% annually. Selling CAD call options against MXN allows traders to collect premium while benefiting from the unfavorable Canadian macro trend.

For USD/CAD, traders should structure strategies around a firm cap at the 1.4300 resistance mark through the end of the year. Historical price action shows that sustained breaks above 1.4300 require severe macro stress, similar to extreme dollar surges seen in early 2025. We advise selling upside call spreads above 1.4300 or executing range-bound option strategies like iron condors to exploit stalled momentum in the pair.
