BNY Warns Elevated Global US Dollar Exposure Spurs Calls to Lift FX Hedge Ratios

BNY said US dollar exposure across global portfolios is elevated, driven by strong buying of both equities and bonds that has generated sizeable rebalancing signals. The bank’s strategy is to raise FX hedge ratios rather than reduce holdings of US assets, arguing that hedge ratios remain low while dollar allocations are high; equity declines in July may ease immediate pressure but do not remove the case for additional hedging.

The bank reported the USD as the strongest bought currency, with a marginal flow score more than twice that of JPY, the next strongest, alongside a modestly positive marginal return score for US equities that together produced a large combined rebalancing signal. Equities made up 59.5% of total portfolio holdings at the end of last week, near an early-July peak before the sell-off in memory-chip stocks, and equity exposure relative to fixed income was described as a record high; the USD fixed-income rebalancing signal was weaker, though elevated US bond holdings still pointed to further hedging demand.

Record-High US Dollar Exposure and Urgent FX Hedging Needs

We are seeing unprecedented levels of global capital concentrated in U.S. assets, which has pushed cross-border U.S. Dollar (USD) exposure to record highs. Because many global portfolios remain under-hedged against currency fluctuations, derivative traders should expect a surge in demand for FX hedging instruments in the coming weeks. Instead of liquidating valuable U.S. equities or bonds, we recommend utilizing FX forwards and options to manage this currency risk directly.

Recent market data shows that global equity allocations recently peaked near 59.5% of total portfolio holdings, driven by massive exposure to U.S. mega-caps. Even with the recent summer corrections in equity markets, the sheer volume of these unhedged positions leaves investors highly vulnerable to a sudden dollar reversal. Historically, when the U.S. Dollar Index (DXY) hovers around the 104 level as it has recently, sudden rebalancing can trigger sharp currency swings.

Strategy Recommendations Amid Shifting Currency Dynamics

We suggest that traders actively position for this shift by purchasing USD put options or entering short USD forward contracts against recovering currencies like the Japanese Yen. As global asset managers inevitably rebalance their portfolios to manage these massive equity gains, heavy dollar-selling pressure will likely emerge. Capitalizing on relatively low FX implied volatility right now offers a highly cost-effective window to establish these protective derivative positions.

Furthermore, elevated holdings in U.S. fixed-income assets continue to reinforce the necessity of currency overlays. While bond rebalancing signals are slightly weaker than those in equities, the underlying currency risk for international bondholders remains incredibly high. We believe targeting two- to three-month FX options will allow traders to ride out late-summer volatility while securing necessary portfolio protection.
