Banxico Keeps Rate at 6.50% as Upside Inflation Risks Fuel Peso Volatility Outlook

Minutes from the Bank of Mexico’s September meeting showed policy makers keeping the benchmark interest rate unchanged at 6.50%, while judging that inflation risks remain tilted to the upside. Members pointed to heightened geopolitical uncertainty linked to the conflict in the Middle East, saying the global backdrop has been unsettled since the previous decision and that this complicates forecasting.

The board said headline inflation expectations for the end of 2026 have fallen, yet it maintained that the balance of risks to the projected inflation path over the forecast horizon is still skewed upwards. One member said headline inflation is close to target as relative price adjustments in the non-core component fade, while core inflation has continued to move lower. Banxico’s mandate is to preserve the value of the Mexican Peso (MXN) by keeping inflation near 3%, the midpoint of a 2% to 4% tolerance band, using interest rates as its main tool. It meets eight times a year, often shortly after the US Federal Reserve (Fed), with the rate differential versus the USD a key input to MXN dynamics.

Volatility Outlook for the Mexican Peso

We suggest derivative traders closely monitor the Mexican Peso (MXN) in the coming weeks following the Bank of Mexico’s decision to hold its key interest rate at 6.50%. Banxico’s latest minutes reveal that while core inflation is on a downward path, upside risks to overall inflation remain a major concern. With geopolitical tensions in the Middle East complicating global forecasts, we expect increased volatility in MXN currency pairs.

Recent market data shows the USD/MXN exchange rate has been fluctuating heavily, recently trading near the 19.30 level amid shifting global risk sentiments. Mexico’s annual inflation rate hovered around 4.6% in late Q3, keeping pressure on policymakers to remain cautious. We believe this environment favors short-term options strategies to hedge against sudden, sharp swings in the peso.

Derivative Strategies Amid Policy and Geopolitical Risks

Given the interest rate differential between Banxico and the Federal Reserve, carry trade strategies might see reduced appeal if rate cuts resume. We recommend derivative traders focus on USD/MXN straddles or strangles to capitalize on the expected price swings without picking a definitive direction. Monitoring upcoming economic releases, particularly Mexico’s mid-month inflation data, will be crucial for timing these entries.

Since Banxico historically aligns its decisions closely with the Federal Reserve, any surprise policy shifts in Washington could trigger rapid adjustments in MXN futures. We advise maintaining tight stop-loss orders and using lower leverage on foreign exchange derivatives during this high-uncertainty period. Staying liquid will allow us to react quickly as geopolitical developments unfold over the next month.
