Australian dollar slips as Fed hike bets lift greenback; markets await RBA Bullock testimony

The Australian dollar fell against major peers, down 0.45% to about 0.7135 versus the US dollar in European trading on Monday, as risk appetite weakened with firmer expectations for a Federal Reserve rate increase. S&P 500 futures were 0.66% lower near 7,600, while the US Dollar Index (DXY) rose 0.4% to around 99.50 as markets repriced the policy outlook.

Brown Brothers Harriman expects the FOMC to end five consecutive holds with a 25 bps increase, taking the target range to 3.75%–4.00% on Wednesday, which would be the first hike since July 2023; Fed funds futures imply roughly 90% odds of a move. In Australia, attention turns to Reserve Bank of Australia Governor Michele Bullock’s appearance before the House of Representatives Standing Committee on Economics in Canberra on Friday. On charts, AUD/USD traded at 0.7134, below the 20-period EMA at 0.7156, while the RSI sat at 48.8, leaving the pair capped by that EMA on rebounds.

Derivative and Market Volatility Strategies

We suggest derivative traders prepare for heightened volatility as the U.S. Dollar Index pushes toward 99.50 and global risk appetite weakens. S&P 500 futures dropping toward the 7,600 level signals that broader equity weakness could persist in the coming days. In response, we should consider hedging equity exposures with short-term index put options to protect against further downside.

With a 90% probability of a 25-basis-point Fed rate hike to a 3.75%-4.00% range this Wednesday, the bond and currency markets are bracing for impact. We recommend trading this decision using short-dated interest rate swaps or Treasury options to capture the immediate repricing following the press conference. Historically, sudden shifts in the Federal Reserve’s economic projections lead to sharp swings in the bond market, making long straddles on Treasury ETFs an appealing play.

Australian Dollar Outlook and Risk Strategies

Looking at the currency space, the Australian Dollar is showing clear signs of weakness, slipping below its 20-period exponential moving average of 0.7156. Since the Relative Strength Index sits at a neutral 48.8, the pair is not yet oversold, leaving room for further downward momentum. We can exploit this trend by buying AUD/USD put options with strike prices just below the key 0.7100 support level.

On the domestic front, Friday’s speech by RBA Governor Michele Bullock introduces massive binary risk for Australian interest rate pricing. To navigate this, we should look at implied volatility on AUD options, which typically spikes ahead of key central bank testimonies. Setting up calendar spreads on AUD pairs will allow us to capitalize on the post-announcement volatility crush once her policy stance becomes clear.
