Iron Butterfly Definition

What Is an Iron Butterfly?

An iron butterfly is an options trading strategy that combines four contracts to create a position with defined risk and reward. It involves selling both a call and a put at the same central strike price, while buying a call and a put at higher and lower strike prices to limit risk. The strategy is typically used when a trader expects the underlying price to stay close to the central strike.

The Four Legs of an Iron Butterfly

Leg Action Strike
Sell call Short Central strike
Sell put Short Central strike
Buy call Long Higher strike
Buy put Long Lower strike

How Strategy Behaves

The trader collects a net premium from the position and reaches maximum profit if the underlying settles at the central strike at expiry, where the sold options are worthless. The bought options cap potential losses if price moves sharply in either direction. Both the maximum profit and maximum loss are known in advance, which is why it is described as a defined-risk strategy.

The Trade-Offs of an Iron Butterfly

While losses are capped, an iron butterfly profits mostly within a narrow range around the central strike, and a strong move in either direction can lead to the maximum loss. The strategy involves four legs, which increases complexity and transaction costs. It suits traders who understand options pricing and are comfortable managing multi-leg positions.

A Strategy for Range-Bound Expectations

The iron butterfly illustrates how options can be combined to express a precise market view, in this case an expectation that price will stay near a central level. Its defined risk and reward make it a structured choice for range-bound conditions. Traders exploring options concepts on VT Markets can use it to understand how multi-leg strategies are built.

Risk Warning:Trading CFDs involves significant risk and may not be suitable for all investors. Losses can exceed your initial deposit. Please ensure you fully understand the risks involved before trading.
