EUR/USD slips as French fiscal worries and firm US dollar temper gains ahead of US inflation data

EUR/USD pared Monday’s earlier rise as the US Dollar stayed bid and French political and fiscal uncertainty weighed on the Euro. The pair was around 1.1178 after peaking at 1.1217. The Dollar Index was near 102.35, around levels last seen in April 2025, keeping the exchange rate close to 17-month lows while markets weigh European fiscal risks and await US inflation data. French debt spreads were described as near their widest, with a counter-budget proposal adding uncertainty; a French budget plan involving €43bn of new savings is due for parliamentary debate this week.

Geopolitical strain in the Middle East has kept inflation risks elevated, with Europe’s imported-energy exposure complicating the European Central Bank’s trade-off between prices and growth. The ECB has lifted rates twice this year, taking the deposit facility rate to 2.50%, while Eurozone inflation hit 3.8% in September versus a 2% target; a Reuters poll indicates a pause on 29 October, then a 25-basis-point increase in December. In the US, the Federal Reserve raised rates by 25 bps in September to 3.75%-4.00%; September CPI is due Wednesday and PPI Thursday, and CME FedWatch shows about an 80% probability of no change at the 27-28 October meeting.

EUR/USD Downside and Volatility Strategies

We should prepare for continued selling pressure on EUR/USD as the pair retreats toward 1.1178 amid mounting French fiscal concerns and a firmly bid US Dollar. Short-dated euro put options offer an efficient way to capture downside risk while limiting capital exposure during this period of fragile support. Historically, when French-German 10-year bond yield spreads widen past 80 basis points, the euro experiences persistent multi-week downward drift.

With French lawmakers debating a contested €43 billion budget savings plan, political gridlock could trigger sudden spikes in currency volatility. We can utilize long implied volatility strategies, such as straddles or strangles, to profit from sharp movements without picking a directional bias ahead of parliamentary decisions. Similar budget deadlocks in the Eurozone have historically elevated 1-month EUR/USD option risk reversals in favor of euro puts.

Opportunities Around US Dollar, Interest Rates, and Energy Hedging

Upcoming US inflation metrics, including September CPI and PPI, will likely set the short-term tone for the US Dollar Index as it trades near 102.35. Given that interest rate futures currently price in an 80% probability of the Federal Reserve keeping rates on hold at 3.75%-4.00%, any unexpected inflation tick could rapidly reprice rate expectations. We recommend using defined-risk options or tight stop-loss orders on dollar-denominated derivatives to protect against abrupt shifts around these releases.

In the interest rate space, we can position for monetary policy steps between the European Central Bank and the Federal Reserve using rate swaps or futures contracts. With Eurozone inflation running high at 3.8% against a 2.50% deposit rate, markets expect an ECB pause this month followed by a 25 basis point hike in December. Shorting short-term European interest rate futures allows us to capitalize on expected tightening as the ECB acts to bring inflation back toward its 2% target.

Geopolitical friction in the Middle East continues to keep energy risks front and center for European businesses and households. We should consider holding long energy call options or oil futures as a macro hedge within our derivative strategies. Higher oil prices historically drag down European economic growth faster than US growth, making energy derivatives an essential tool to offset downside euro exposure.
