AUD/JPY edges lower as firmer yen and intervention risk offset anticipated RBA rate rise

AUD/JPY eased to around 111.10 in early European trading on Friday, with the yen firmer as markets stayed alert to possible currency intervention. Japan’s authorities have reiterated that excessive moves can damage the economy and that intervention remains an option. The Bank of Japan lifted its policy rate to 1.25% last week, while signalling openness to further tightening, including a potential back-to-back move in October; two officials dissented, and the decision was judged less hawkish than some expected. In rates, 10-year Japanese Government Bond yields pushed to a 30-year high above 3%, even as positioning in domestic bonds stayed cautious while yields rise.

In Australia, markets are pricing a 25-basis-point Reserve Bank of Australia hike next week, and a modest uptick in unemployment on Thursday has not materially shifted that view. Technically, the cross retains a bearish bias below the 100-day simple moving average and the Bollinger middle band. The 14-period Relative Strength Index is near 41.70, pointing to subdued downside momentum. Resistance is marked at 111.70, then 112.80, with a higher cap near 114.18, while support sits at 110.00; below there, levels include 109.67 and 109.20.

Derivatives Strategy and Risk Management

As AUD/JPY hovers near 111.10 and remains capped below its 100-day simple moving average of 112.80, we recommend derivative traders adopt a defensive, bearish bias in the coming weeks. Given the looming risk of Japanese currency intervention and a technically weak structure, buying out-of-the-money put options targeting the 110.00 psychological level offers an attractive risk-reward profile. This setup allows us to capitalize on sudden downside moves without exposing ourselves to the unlimited risk of shorting spot contracts.

With the Reserve Bank of Australia expected to raise rates by 25 basis points next week, we anticipate a sharp increase in implied volatility for AUD/JPY options. Historically, similar monetary policy clashes, such as the market turbulence in August 2024 when JPY implied volatility spiked past 15%, have triggered rapid, aggressive swings. To position for this heightened uncertainty, we can deploy long straddles to profit from a breakout in either direction, though the overall bias remains heavily tilted to the downside.

Changing Yield Differentials and Positioning

The surge in 10-year Japanese Government Bond yields to a 30-year high above 3% indicates deep structural shifts that are actively dismantling the yen carry trade. As the Bank of Japan eyes a potential interest rate hike in October to follow its recent move to 1.25%, the yield differential that previously favored the Australian dollar is shrinking fast. We suggest reducing exposure to long AUD/JPY futures and instead utilizing bear put spreads to limit premium decay while waiting for a break below the September low of 109.67.
