BoJ Minutes Highlight Inflation Near Target as Markets Weigh Faster Rate Hikes and Yen Volatility

Bank of Japan board members said financial conditions remained accommodative, while consumer prices were rising on higher import costs and firms continued to pass through raw material increases, keeping wholesale inflation elevated. They reported rising medium- and long-term inflation expectations among households and companies, and several expected consumer goods price rises to broaden from summer. Many judged underlying inflation was nearing 2%, shifting the discussion towards stabilising price growth around that level rather than pushing it higher. Members also agreed foreign-exchange volatility now has a larger impact on activity and prices as corporate pass-through strengthens, with one member pointing to a weak yen and Middle East events as upside risks to expectations.

On policy normalisation, one member said it takes 1–1.5 years for a rate hike to cool inflation and growth. Another argued monetary support should be tapered gradually to avoid delaying increases, while a separate view called for nimble decisions given the policy rate remained below an estimated neutral range. Markets were described as pricing a move about once every six months, though one member said hikes could come sooner; several also said the future pace and timing were hard to predict. Some warned term premia could rise if markets doubt the BoJ will tighten sufficiently. After the minutes, USD/JPY was up 0.11% at 157.48.

Implications for Derivatives and Currency Markets

We believe derivative traders must prepare for sudden market shifts as the Bank of Japan signals a faster pace for interest rate hikes. With underlying inflation consistently hovering near the 2% target, the era of cheap yen-funded carry trades is rapidly drawing to a close. Recent economic data shows Japan’s core consumer inflation has stayed above the 2% threshold for over two years, solidifying the central bank’s hawkish stance. Historically, when the BoJ began unwinding its ultra-loose policy, USD/JPY dropped from its peak of over 161 down toward the 140 level. We expect this downward pressure on the currency pair to continue, making short-duration USD/JPY put options an attractive play.

Bond Markets and Volatility Strategies

We also recommend focusing on Japanese Government Bond (JGB) derivatives as the central bank looks to taper its massive bond-buying program. The 10-year JGB yield has recently climbed above 1.0%, reflecting market expectations of tighter monetary conditions. Traders should consider paying the fixed rate in yen interest rate swaps to capitalize on these rising domestic yields.

Because central bank members warned that currency volatility now impacts the Japanese economy more than before, we anticipate sharper swings in the foreign exchange market. Implied volatility for yen options remains elevated, suggesting that simple directional bets may be expensive.
