Quantitative easing, or QE, is a monetary policy in which a central bank buys financial assets, typically government bonds, in order to increase the money supply and stimulate economic growth. It is generally used when interest rates are already near zero and conventional rate cuts no longer offer enough room to support the economy.
When a central bank conducts QE, it creates new central bank reserves to purchase bonds directly from financial institutions. This pushes bond prices up and yields down, encourages banks to lend more freely, and aims to make borrowing cheaper for businesses and consumers, ultimately working to lift spending and investment across the economy.
Large-scale QE programmes tend to increase the supply of a currency, which can put downward pressure on its value relative to others, all else being equal. Equity markets often respond positively to QE announcements, as lower yields and cheaper borrowing costs can support company valuations, while government bond yields typically fall as the central bank becomes a major buyer.
QE eventually needs to be unwound, a process often referred to as tapering, where the central bank slows or stops new asset purchases. In more extreme cases, a central bank may move to quantitative tightening, actively reducing its balance sheet by letting bonds mature without reinvesting the proceeds. Markets often react strongly to signals about the pace of this unwind, sometimes more than they reacted to the original QE announcement itself, since the change in direction can ripple across currencies, bonds, and equities all at once.
As a precaution, QE is not without its trade-offs. Prolonged programmes can contribute to asset price inflation and may complicate the central bank’s eventual exit, known as tapering, which markets often watch closely for signs of volatility. The relationship between QE and currency or equity moves is not always immediate or predictable, and the same announcement can produce very different reactions depending on how much of the move was already anticipated by the market beforehand.
Quantitative easing remains one of the more significant tools central banks can use to influence economic conditions, and its announcements, extensions, or unwinding can move currency, bond, and equity markets meaningfully, sometimes for weeks or months at a time. Understanding the mechanics behind QE, rather than just reacting to the headline, helps put those market reactions into proper context and avoids misreading a policy shift for a simple short-term news event.
