US backs Japan yen intervention as officials flag limited scope for further action

Official confirmation said the US supported Japan’s intervention to strengthen the yen, the first such co-ordinated action in many years. Officials indicated further operations remain possible, although any repeat would face constraints linked to IMF rules, and Thursday’s move was estimated to be the largest single-day intervention on record. The report also said that if Japan intervenes again in the coming days, the Ministry of Finance would have effectively exhausted its options until November in order to retain that status.

On valuation, the yen was described as heavily undervalued on an OECD purchasing power parity basis, and it is currently more than 60% undervalued against the US dollar. By way of comparison, the euro is undervalued by about 29%. The note pointed to US Treasuries and JGBs as part of the transmission mechanism, with discussion of Japan potentially selling USTs or using the Fed’s repo facility by posting UST collateral for cash to source dollars for intervention.

Yen Valuation And Market Intervention Impact

We must acknowledge that the Japanese Yen remains fundamentally cheap, trading at historically undervalued levels of over 40% against the US Dollar on a purchasing power parity basis. Despite recent market fluctuations, the threat of joint currency intervention by the US and Japan is reshaping how we price FX options and futures. Derivative traders should prepare for sudden, high-magnitude volatility spikes rather than betting on a smooth, predictable trend.

Trading Strategy In A Volatile JPY Environment

We recommend that traders look to buy short-dated out-of-the-money JPY call options to hedge against abrupt, government-led rallies. Given that the Bank of Japan has maintained a tighter stance after lifting interest rates to 0.25%, the carry trade is no longer a safe one-way bet. Leveraging volatility strategies like straddles can help us capture these sharp moves without needing to guess the exact timing of the next intervention.

We also need to monitor the US Treasury market closely, as Japan’s potential use of the Federal Reserve’s repo facility limits direct selling pressure on US bonds. We advise reducing leverage on naked short-JPY positions in the coming weeks to avoid getting caught in sudden liquidity traps.
