Enterprise value, or EV, is a measure of a company’s total value that includes its debt as well as the value of its shares.
It represents what it would theoretically cost to acquire the whole business, offering a fuller picture than market capitalisation alone.
In simple terms, enterprise value is the total value of a company, including its debt.
Enterprise value is found by taking a company’s market capitalisation, adding its total debt, and subtracting its cash and cash equivalents. The logic is that a buyer would take on the company’s debt but could use its cash to help fund the purchase. This makes EV a more complete measure of value than market capitalisation, which only reflects the equity portion.
Enterprise value compared with market capitalisation
| Feature | Enterprise value | Market capitalisation |
|---|---|---|
| Includes debt | Yes | No |
| Subtracts cash | Yes | No |
| Represents | Whole business | Equity only |
Enterprise value is widely used in valuation ratios, such as EV compared with earnings before interest, tax, depreciation and amortisation. Because it accounts for debt and cash, EV allows fairer comparisons between companies with very different capital structures. Two firms with the same market capitalisation can have very different enterprise values if one carries far more debt.
Market capitalisation measures only the value of a company’s shares, while enterprise value adds net debt to give the cost of the whole business. Two companies can share the same market cap but very different enterprise values if one carries far more debt. This is why EV is often preferred when comparing firms with different capital structures, or when using valuation ratios, since it puts businesses on a more like-for-like footing. EV also underpins common valuation ratios that analysts use to compare companies on a consistent basis. Because it reflects debt as well as equity, it can reveal value or risk that a share price alone might hide.
EV is a snapshot based on reported figures and market prices, both of which change over time. It also relies on accurate debt and cash figures, which can vary in how they are reported. Like any single measure, EV is most useful when compared across similar companies and combined with other analysis rather than viewed alone.
Say a company has a $500 million market capitalisation, $100 million of debt and $40 million in cash. Adding debt and subtracting cash gives an enterprise value of $560 million. Because EV accounts for debt and cash, it offers a more complete measure of what acquiring the whole business would involve.
Enterprise value gives investors a more complete view of what a company is worth by folding in debt and cash. Understanding it helps traders compare businesses on a fairer basis, while remembering that valuation measures are guides rather than certainties and that investing always carries risk.
