USD/JPY holds near 154.55 as Fed and BoJ tightening bets lift volatility outlook

USD/JPY firmed to about 154.55 in early Asian trade on Tuesday, as markets positioned for a US Federal Reserve decision due on Wednesday and increased the probability of a September rate rise. US Consumer Price Index data for August showed inflation rising, while an underlying gauge recorded its largest increase in four months, feeding expectations for tighter policy. Money markets implied roughly 92.4% odds of a hike on Monday, compared with around 60% a week earlier, according to CME FedWatch.

Attention is also on the Bank of Japan’s September policy meeting on Friday, with a 25 bps move described as almost fully priced; the policy rate last stood at 1.25% in April 1995. Separate commentary pointed to a shift in speculative positioning after July’s joint US-Japan currency intervention and to a more supportive political backdrop for normalisation. On technical levels, USD/JPY remains below the 20-day Bollinger simple moving average and the 100-day SMA, while the 14-day Relative Strength Index has lifted towards 36; resistance is seen near 157.15, then 159.58 and 162.05, with support around 152.25.

Double-Barrelled Monetary Tightening And Volatility Strategies

We are facing a historic week of double-barrel monetary tightening that demands immediate tactical adjustments from derivative traders. With the Federal Reserve highly likely to hike rates on Wednesday and the Bank of Japan expected to follow on Friday, we recommend bracing for extreme volatility in the USD/JPY pair. Given that money markets are pricing in a 92.4% chance of a US rate hike, short-term option straddles are highly attractive to capture sudden, aggressive price swings.

Macro Backdrop And Strategic Trade Setups

We must also pay close attention to the shifting macroeconomic landscape in Japan that supports a stronger Yen. Historical data shows that when the Japanese policy rate last stood at 1.25% in April 1995, the Yen experienced massive capital inflows and strengthened rapidly. This historical precedent, combined with the recent unwinding of speculative short Yen positions, suggests we should favor bearish option structures like put spreads on USD/JPY.

From a technical perspective, USD/JPY remains in a bearish trend as it trades around 154.55, well below its 100-day simple moving average of 159.58. We suggest setting tight stop-losses just above the immediate resistance level of 157.15 to protect against any sudden, short-lived upward spikes. If the currency pair breaks below the crucial support floor at 152.25, we anticipate a rapid acceleration of Yen strength, making out-of-the-money put options highly profitable in the coming weeks.
