A naked position is a trade held without any offsetting position to limit its exposure. Unlike a hedged position, which pairs a trade with another to balance out potential losses, a naked position is left fully exposed to whatever happens in the market.
A hedged position uses a second trade, often in a related asset, to offset the risk of the first. A naked position skips that step entirely, meaning its outcome depends solely on how the original trade performs.
Traders sometimes choose to hold a position naked because hedging adds cost or complexity, or because they have a clear view on market direction and don’t want a second trade diluting the potential outcome.
Holding a naked position can sometimes require more margin than an equivalent hedged position, since brokers may factor the lack of an offsetting trade into how much capital is needed to keep the position open. This reflects the fact that a naked position carries more uncertain risk from the broker’s perspective as well as the trader’s, since nothing limits how far the position could move before action is taken. Comparing margin requirements between a naked and a hedged version of the same trade can be a useful way to see how the market itself prices that difference in risk.
Rather than holding a position naked, a trader can choose to hedge by opening a related, offsetting trade designed to reduce the impact of an adverse move in the original position. This might mean taking an opposite position in a correlated asset, or using a derivative such as an option to limit downside while still maintaining some exposure to further upside. The decision to hedge usually comes down to weighing the cost of putting that protection in place against how much risk a trader is comfortable carrying without it, which varies considerably from one trader, and one market, to the next.
The risk of holding a position naked isn’t constant; it tends to increase during periods of higher volatility, when prices can move further and faster than usual. A naked position taken on during a quiet, range-bound market carries a different risk profile to the same position taken on just before a major scheduled announcement, even though the underlying trade looks identical on paper. Some traders adjust their willingness to hold naked exposure depending on these conditions, choosing to hedge more readily around known event risk than during calmer stretches of trading.
Because a naked position carries the full weight of any adverse move, position sizing becomes particularly important when choosing to trade without a hedge in place. Sizing a naked position appropriately relative to overall account capital can help ensure that even an unfavourable outcome remains manageable, rather than disproportionately affecting the rest of a trading account. This consideration applies with extra weight to naked positions specifically, since there’s no second trade in place to soften the impact if the market moves the wrong way.
A naked position keeps things simple by avoiding the cost and complexity of hedging, but that simplicity comes with full exposure to the market’s next move. Recognising the trade-off is part of deciding whether to hedge a position or leave it as is.
