Euro eyes support as ECB guidance contrasts with Fed uncertainty, raising breakout prospects for EUR/USD

The euro may find near-term support as markets reprice geopolitical risk and focus on the contrast between the European Central Bank’s Framework Guidance and the Federal Reserve’s move away from forward guidance. Attention is on whether EUR/USD can exit its recent corridor as policy communication diverges, with the ECB offering a clearer signalling structure than the Fed.

The ECB has indicated a tactical pause at its 23 July governing council meeting, yet markets are pricing an 87.8% probability of a 25 bps increase to 2.50% at the 10 September meeting; confirmation of that path could push EUR/USD above this month’s 1.1360–1.1480 range. In the US, testimony to lawmakers and plans for the 28–29 July FOMC meeting have reinforced expectations that the Fed may reintroduce an “uncertainty premium” into pricing for a September hike. Markets are also watching whether changes to the FOMC statement, plus the Chair’s lack of forecasts at his first June meeting, foreshadow reduced influence for the dots and the Summary of Economic Projections in September.

Trading Strategies Amid ECB-Fed Policy Divergence

We advise derivative traders to position for an upside breakout in the EUR/USD pair over the coming weeks as central bank policies diverge. Specifically, buying near-the-money call options or executing bullish risk reversals could capitalize on a break above the current 1.1360 to 1.1480 trading range. This strategy aligns with growing market confidence in the European Central Bank’s transparent policy path compared to Federal Reserve uncertainty.

The ECB is expected to hold rates steady at its meeting on July 23, but the options market is heavily pricing in future action. Currently, there is an 87.8% probability of a 25-basis-point hike to 2.50% at the September 10 meeting. If the ECB confirms this hawkish trajectory this week, we expect EUR/USD implied volatility, which historically spikes by 15% to 20% ahead of major monetary policy shifts, to rise significantly.

Fed’s Uncertainty Premium and Tactical Positioning

Conversely, the Federal Reserve under Chairman Kevin Warsh is introducing an “uncertainty premium” that could weaken the U.S. dollar. Ahead of the July 28-29 FOMC meeting, traders are hedging against his plans to scale back forward guidance and potentially dismantle the dot plot forecasts. Historical data shows that removing forward guidance typically triggers a rise in treasury yield volatility, which often pressures the greenback as investors seek more predictable assets.

To exploit this transition, we suggest focusing on short-dated contracts that capture both the July 23 ECB decision and the July 28-29 Fed meeting. Utilizing long straddles could also prove profitable if the heightened policy divergence triggers a sharp, sudden move in either direction.
