EUR/USD Slips Below 1.1200 as Eurozone PMI Cools and French Fiscal Risks Mount

EUR/USD was trading defensively below 1.1200 after the Eurozone’s October PMI missed expectations, while still remaining consistent with expansion. The composite index fell to a four-month low of 51.9 versus a 52.7 consensus and 53.1 in September. Under the surface, both services and manufacturing cooled, and French private sector output slipped back into contraction.

Eurozone inflation remains above target and, alongside a resilient growth backdrop, leaves the European Central Bank room to tighten further. Market pricing in swaps points to nearly 75bps of additional hikes, taking the deposit rate to 3.25% over the next 12 months, which would limit policy divergence with the Federal Reserve and reduce the drag on the single currency. France’s fiscal position, however, was flagged as a downside risk that could pull EUR/USD towards 1.1000.

Mounting Fiscal Headwinds and EUR/USD Downside Scenarios

We see EUR/USD trading defensively under the 1.1200 mark following softer Eurozone composite PMI figures at 51.9. With France’s private sector output falling back into contraction and its national deficit remaining elevated near 5.5% of GDP, fiscal headwinds are mounting. In the coming weeks, we suggest derivative traders position for further weakness by setting downside targets near the 1.1000 support level.

Even though persistent inflation allows the European Central Bank room to hike rates toward 3.25%, near-term fiscal anxiety is outpacing rate expectations. Swaps markets still price in nearly 75 basis points of rate increases over the next year, which limits how far the euro can decouple from the US dollar long-term. We recommend traders utilize put options or bearish vertical spreads to capitalize on downward momentum while capping potential risk.

French Fiscal Uncertainty and Hedging Considerations

Historically, when French-German 10-year bond yield spreads widen past 75 basis points, the euro experiences increased downside volatility against major currencies. Given that French public debt remains high at over 110% of GDP, fiscal uncertainty will likely cap euro rallies in the near term. We advise derivative traders holding bullish euro positions to tighten stop-loss orders above 1.1220 or hedge using short currency futures.
