Nagel flags energy-driven inflation risk as ECB policy edges towards mildly restrictive territory

Bundesbank President Joachim Nagel, an ECB Governing Council member, said in London on Tuesday that high energy prices had pushed inflation away from the central bank’s 2026 target. He also said he was not concerned about labour market developments, and described the ECB’s approach as sitting between “constructive ambiguity” and forward guidance. Nagel said he did not see much market uncertainty about what drives policy decisions.

He said ECB rates remain in neutral territory, while adding that a move to mildly restrictive settings cannot be ruled out. The ECB’s mandate is price stability, defined as inflation of around 2%, and it sets policy through interest rates decided at eight meetings a year. The bank has also used Quantitative Easing during the 2009-11 Great Financial Crisis, in 2015 and during the Covid pandemic, while Quantitative Tightening works by ending net bond purchases and halting reinvestment of maturing principal.

Adjustment In Eurozone Monetary Policy And Market Implications

We need to prepare for a swift adjustment in Eurozone monetary policy as recent comments from ECB policymaker Joachim Nagel signal that interest rates may head into restrictive territory. High energy prices are pushing inflation away from the central bank’s target, disrupting previous market expectations of steady rate cuts. Derivative traders should brace for heightened volatility in euro-denominated assets over the coming weeks as the market prices in this hawkish outlook.

Currency And Bond Market Trade Ideas

In the currency markets, we expect the Euro to find strong support, particularly against the US Dollar and Canadian Dollar. Recent data shows Eurozone inflation remains stubborn, hovering around 2.5% as global oil prices fluctuate near $80 a barrel. Traders should consider long positions on EUR/USD or look at short-term call options to capture a potential run toward the 1.1250 resistance level.

With Nagel confirming that current interest rates are only in “neutral” territory, the pricing for upcoming ECB meetings must be repriced. We recommend shorting near-term Euribor futures as the probability of further rate cuts in 2026 drops significantly. Historical shifts to restrictive policy, such as the aggressive hikes in 2022 and 2023 when the deposit rate climbed to 4%, show that interest rate derivatives can move violently when the ECB pivots.

We should also watch German 10-year Bund yields, which have already climbed from their recent lows to trade near 2.20%. If the market begins fully pricing in a restrictive stance, we could see these yields push toward 2.45% in the coming weeks. Utilizing put options on Bund futures offers a highly credible strategy to capitalize on these falling bond prices.
