Knock-out option Definition

What Is a Knock-Out Option and How Does It Get Cancelled?

A knock-out option is a type of exotic option that starts as an active, exercisable contract but becomes permanently invalid — ‘knocked out’ — if the underlying asset’s price reaches a predetermined barrier level at any point before expiry. Once the barrier is touched, the option ceases to exist and cannot be exercised, regardless of where the price subsequently moves.

Up-and-Out vs. Down-and-Out

Type Barrier Position Deactivates When
Up-and-Out Call Above spot Price rises to or above the barrier
Down-and-Out Call Below spot Price falls to or below the barrier
Up-and-Out Put Above spot Price rises to or above the barrier
Down-and-Out Put Below spot Price falls to or below the barrier

Why Knock-Out Options Are Cheaper Than Vanilla Options

A vanilla option remains active for its entire term regardless of price movement. A knock-out option carries an embedded termination risk — the possibility it is cancelled before ever being exercised. This additional condition reduces the option’s value to the buyer and, correspondingly, the premium required to purchase it. Buyers accept the knock-out risk in exchange for a lower entry cost.

Barrier Proximity and Option Sensitivity

The closer the barrier is to the current underlying price, the more likely the knock-out will be triggered — making the option less valuable and cheaper. A distant barrier reduces knock-out probability, making the option behave more like a standard vanilla contract and price accordingly. Traders must weigh the cost saving against the realistic probability that the barrier is breached before the target move occurs.

The Knock-Out Risk: Position Cancellation

The primary risk specific to knock-out options is that the barrier is triggered by a temporary price spike — such as a news-driven flash move — before the underlying reverts and continues in the originally anticipated direction. In this scenario, the option is cancelled, the premium is lost, and the trader has no position despite ultimately being correct on direction. This path-dependency makes barrier placement a critical decision in knock-out option structuring.

Knock-Out Options and Structured Products

Knock-out options are frequently embedded in structured notes and retail derivative products marketed to investors seeking conditional exposure to a market move at a reduced cost. Recognising the barrier mechanics within these products — and understanding how proximity to the knock-out level affects risk — is essential knowledge for anyone evaluating structured instruments in a portfolio context.

Risk Warning:Trading CFDs involves significant risk and may not be suitable for all investors. Losses can exceed your initial deposit. Please ensure you fully understand the risks involved before trading.
