The bank\u2019s USD \u201cnet hedge\u201d indicator shifted from an excess hedge position of close to 15% to around half its trailing 12\u2011month level by the July meeting, pointing to a rapid change in positioning. In spot terms, dollar selling has been concentrated versus GBP, EUR and CAD, while JPY and CNY have been exceptions.<\/p>\n\n
Between July 29 and August 5, BNY\u2019s measure of net US asset exposure fell from 0.47 to 0.34, even as the long-term average is close to flat and hedge ratios tend to track asset values. Adjusting for month-end effects, the figures imply the Fed outlook is still feeding directly into hedging levels, with FX increasingly treated as an inflation pass-through channel. The framework presented favours expressing policy concerns via higher USD hedge ratios rather than wholesale cuts to US asset exposure.<\/p>\n\n
We recommend that derivative traders actively increase their U.S. dollar hedges in the coming weeks instead of selling off their underlying U.S. assets. The Federal Reserve’s recent policy tone has triggered a massive rebuild in currency hedges to protect portfolios from a weaker greenback. We should concentrate our short-dollar derivative plays against the British pound, the euro, and the Canadian dollar, where selling pressure is heaviest. Currently, with the Euro trading near 1.09 and the Pound holding ground above 1.28, dollar puts against these currencies look highly attractive. However, we suggest avoiding these short-dollar strategies against the Japanese yen and Chinese yuan, which are bucking the broader trend.<\/p>\n\n
This strategy is backed by a sharp drop in unhedged U.S. asset exposure, which fell from 0.47 to 0.34 immediately after the July 29 Fed meeting. This hedging rush mirrors the U.S. Dollar Index (DXY) slipping toward 101.80 in early August as monetary easing expectations grow. With the CME FedWatch Tool pricing in a 100% chance of an interest rate cut this September, dollar-selling pressure is highly likely to persist.<\/p>\n\n
Importantly, we do not see this as the end of U.S. economic dominance, as long-term demand for American assets remains structurally solid. Instead, global investors are simply using derivatives to manage their exposure to the Fed’s upcoming interest rate path.
