USD\/JPY rose 0.73% on Monday to about 158.95 as the Japanese Yen weakened after Japan posted an unexpected external shortfall. The Ministry of Finance reported a June current account deficit of \u00a592.3B versus expectations for a \u00a51,512B surplus, marking the first deficit in 17 months. Japan\u2019s debt burden, which exceeds 200% of GDP, has also weighed on the currency, while repeated intervention operations \u2014 three between late April and early May and two more in late July, including one coordinated with the US \u2014 have struggled to anchor sentiment.<\/p>\n
Bank of Japan policy expectations offered some offset, with the July Summary of Opinions suggesting most policymakers retain a tightening bias. Markets are pricing roughly a 50% chance of a 25bp BoJ hike in September and one full hike by year-end. In the US, expectations for restrictive Federal Reserve policy have eased after weak employment data, which could temper further USD\/JPY gains. Focus now shifts to July US CPI on Wednesday, with the inflation print likely to influence the rate path and whether the pair can push beyond 159.00.<\/p>\n
With USD\/JPY hovering just under the key 159.00 level and US CPI data dropping this Wednesday, we recommend derivative traders focus on short-term volatility. Implied volatility for one-week USD\/JPY options has recently ticked up to around 10.5%, making long straddle strategies highly attractive. This approach allows us to profit whether the US inflation data pushes the pair past 160.00 or sparks a sharp sell-off.<\/p>\n
Given Japan’s history of massive currency interventions, such as the \u00a59.8 trillion spent during previous currency defenses, the risk of sudden government action near 160.00 is very real. We suggest securing downside protection by purchasing out-of-the-money USD\/JPY put options with strike prices near 156.00. This hedge will protect our portfolios against a sudden drop triggered by the Ministry of Finance.<\/p>\n
At the same time, we should look at the bond market where 10-year Japanese Government Bond yields are pressing toward 1.1% due to fiscal worries. We can exploit this by shorting JGB futures as the market prices in a 50% chance of a Bank of Japan interest rate hike this September.
