DBS now expects a quicker tightening path, shifting from a previously assumed 50bps of hikes in 2H26 to a cumulative 75bps over the same period. That would imply two further 25bps increases across the remaining three policy meetings this year\u2014August, October and November\u2014taking the policy rate to 3.25% by year-end 2026.<\/p>\n<p>On activity, DBS does not expect major upside surprises in real GDP growth in 2H26, arguing the AI-led cycle should lift semiconductor export prices and corporate profitability more than export volumes or industrial output. Inflation, however, is projected to keep rising and move above the BoK target, with CPI seen at around 3.5% YoY in 2H26 as energy cost pass-through persists. Stronger export receipts and higher corporate profits are also expected to feed into wages and demand-driven price pressures.<\/p>\n<h3>Implications For Derivatives And Bond Markets<\/h3>\n<p>Following the Bank of Korea&#8217;s rate hike to 2.75% on July 16, we believe derivative traders must quickly prepare for a much faster tightening cycle. With the central bank now expected to push the policy rate to 3.25% by the end of 2026, market expectations need to be re-anchored. We suggest traders position for immediate hawkish moves, particularly in interest rate swaps and bond futures.<\/p>\n<p>Historically, three-year Korean Treasury Bond (KTB) yields rise rapidly when the central bank shifts hawkish, similar to the market behavior seen during the late 2021 tightening cycle. We expect the KTB yield curve to flatten significantly as short-term yields surge to price in upcoming rate hikes. Shorting near-term KTB futures offers a highly compelling strategy in the coming weeks.<\/p>\n<h3>Export Growth, Currency Strategy, And Inflation Hedging<\/h3>\n<p>The AI-driven semiconductor boom is boosting South Korea&#8217;s trade balance, as chip exports have recently shown massive double-digit growth. Higher interest rates combined with strong export revenues are highly supportive of the local currency. We recommend utilizing Korean Won (KRW) call options or long KRW forward contracts to capitalize on a strengthening currency.<\/p>\n<p>With CPI inflation projected to overshoot and reach 3.5% in the second half of 2026, current market pricing underestimates inflation risks. We advise paying fixed on Korean interest rate swaps to hedge against this persistent demand-driven inflation.
