Hurdle rate Definition

What Is a Hurdle Rate?

A hurdle rate is the minimum rate of return that a hedge fund or other investment must achieve before performance fees can be justified. It sets a threshold that returns need to clear before a manager earns a share of the profits, aligning the manager’s reward with results delivered to clients.

How a Hurdle Rate Works

If a fund sets a hurdle rate, the manager only earns a performance fee on returns above that level. For example, with a hurdle of five per cent, a return of eight per cent would see the performance fee applied to the portion above the hurdle. This encourages managers to deliver returns that exceed a baseline before being rewarded.

Hard Versus Soft Hurdle Rates

Type How the Fee Applies
Hard hurdle Fee charged only on returns above the hurdle
Soft hurdle Once the hurdle is cleared, fee applies to the whole return

What to Weigh With Hurdle Rates

A hurdle rate governs how fees are charged, not the outcome, and a fund can still fall in value regardless of the threshold set. The distinction between hard and soft hurdles can meaningfully change the fees paid, so the detail matters. Reading the fee structure carefully helps investors understand what they are agreeing to.

The Purpose of a Hurdle Rate

The hurdle rate is a tool for aligning a manager’s incentives with investor returns, ensuring fees reward performance above a baseline. Understanding how it is structured helps investors compare funds on a like-for-like basis. Learning how fee arrangements work supports more informed decisions when assessing investment products.
