Fair value Definition

What Is Fair Value?

Fair value is the estimated worth of an asset based on its market price, financial statements and other relevant factors. It represents what an asset should reasonably be worth, drawing on measurable information rather than short-term sentiment. Traders and analysts compare fair value with the current market price to judge whether an asset appears overvalued, undervalued or fairly priced.

How Fair Value Is Estimated

Estimating fair value involves weighing a range of inputs, from earnings and cash flow to interest rates and comparable assets. Different methods can produce different figures, so fair value is best understood as a considered estimate rather than a single exact number. In derivatives, fair value also accounts for factors such as time to expiry and the cost of carrying a position.

Factors That Shape Fair Value

  • Financial statements, including earnings, assets and liabilities

  • Prevailing interest rates and the cost of capital

  • Comparable assets and recent transaction prices

  • Expected future cash flows and growth prospects

Fair Value Versus Market Price

The market price is what an asset trades at right now, while fair value is an estimate of what it should be worth. When the two diverge, some traders see a potential opportunity, though the market can stay away from an estimated fair value for a long time. The gap reflects that pricing is driven by sentiment and flows as well as fundamentals.

The Limits of Fair Value

Fair value depends on assumptions, and changing those assumptions can materially change the result, so two analysts may reach different figures for the same asset. A price that looks cheap or expensive against an estimate can remain that way for an extended period. Treating a fair value estimate as a precise target can lead to misplaced confidence.

Why Fair Value Matters

Fair value gives traders a reasoned benchmark against which to interpret the market price, helping frame whether an asset looks stretched or reasonable. Recognising that it is an estimate built on assumptions keeps expectations realistic. Across VT Markets instruments, understanding how value is assessed supports a more measured approach to reading prices.
