Yen rallies as intervention chatter returns ahead of Bank of Japan policy decision

The yen strengthened in Thursday’s US session, prompting fresh market talk of official action in foreign exchange after several days of speculation. By the time of reporting, USD/JPY was down 2.4% at 159.50; EUR/JPY slipped 1.9% to 183.90, while GBP/JPY fell 1.8% to 214.40. Earlier in the day USD/JPY had held above 163.00 even as the dollar weakened more broadly, and US second-quarter GDP added pressure after growth of 1.5% annualised fell short of the 2.1% consensus.

Attention now turns to the Bank of Japan’s policy decision in Friday’s early Asian session. Commerzbank expects the overnight call rate to be left unchanged, with the hold priced at 99.3% and Bloomberg’s surveyed analysts aligned; the focus is therefore on guidance, as markets anticipate hikes only about every six months, implying the next move in December. The yen’s valuation is shaped by Japanese economic performance, BoJ policy, the Japan–US bond yield differential and risk sentiment; the BoJ has intervened directly at times, and its ultra-loose stance from 2013 to 2024 weakened the currency, while the 2024 shift away from that policy, alongside rate cuts elsewhere, has narrowed the 10-year yield gap.

Heightened Volatility and Potential Intervention

We suggest that derivative traders prepare for heightened volatility in the coming weeks as the Japanese Yen surges, pointing to potential intervention by Japanese authorities. With USD/JPY plunging 2.4% to 159.50, this sudden move closely mirrors Japan’s massive 9.8 trillion yen ($62 billion) intervention strategy used in the past to defend the currency. We advise traders to watch for further sharp drops in EUR/JPY and GBP/JPY as market sentiment quickly shifts.

Trading Strategies Amid Narrowing Yield Gap

We recommend focusing closely on the Bank of Japan’s upcoming policy announcement, specifically looking for clues about the timing of their next interest rate hike. While a rate hold is highly anticipated, any hawkish shift in the central bank’s guidance could spark a rapid unwinding of the Yen carry trade. To manage this risk, we suggest utilizing put options on USD/JPY to protect against sudden downward breaks.

This currency movement is further fueled by weak US economic data, with recent GDP growth slowing to 1.5% against expectations of 2.1%. This disappointment has put pressure on the US dollar and narrowed the yield gap between US Treasuries and Japanese government bonds. We expect this shrinking interest rate differential to continue supporting the Yen’s recovery over the next month.
