USD/CAD climbs to July high as Fed-BoC rate gap widens, despite firmer oil prices

USD/CAD extended gains on Monday as contrasting monetary policy trajectories between the Federal Reserve and the Bank of Canada kept the US Dollar in demand, leaving firmer oil prices providing only limited support to the commodity-linked Canadian Dollar. The pair traded near 1.4165, its highest level since 13 July, while crude rebounded after a setback in US-Iran talks: President Donald Trump rejected Iran’s latest proposal to reopen the Strait of Hormuz, and Axios reported he expected negotiators to hold further discussions this week.

The Canadian Dollar is down more than 2% this month as the US-Canada yield spread has widened, with the US 2-year Treasury yield near 4.90% versus about 3.37% in Canada and the 10-year at roughly 5.21% compared with around 3.96%. The Fed lifted rates by 25 bps on 15-16 September to 3.75%-4.00% and maintained a focus on returning inflation to a 2% target; CME FedWatch showed markets pricing a 70% chance of an October increase. The BoC held its policy rate at 2.25%, and attention now shifts to Canada’s July GDP on Tuesday and a US data run including PCE inflation on Wednesday, ISM PMI on Thursday and NFP on Friday.

Opportunities From Widening Yield Differentials

We see a strong opportunity to buy USD/CAD call options or hold long positions as the interest rate gap between the Fed and the Bank of Canada continues to widen. With the US two-year yield trading near 4.90% compared to Canada’s 3.37%, the massive 153-basis-point differential heavily favors the US Dollar. Historical market data shows that when this specific yield gap exceeds 150 basis points, the USD/CAD pair tends to maintain strong upward momentum.

To prepare for this week’s heavy economic calendar, we recommend using options straddles to capitalize on the expected volatility. With Canadian GDP on Tuesday, US PCE inflation on Wednesday, and Nonfarm Payrolls on Friday, sharp price swings are highly likely. If the upcoming US economic data beats expectations, we could see the pair quickly push past the immediate resistance level of 1.4200.

Risk Management and the Carry Trade Advantage

While the interest rate divergence remains the primary driver, we must also protect our positions against sudden spikes in crude oil prices due to geopolitical tensions in the Middle East. Because higher oil prices traditionally boost the Canadian Dollar, we should consider buying short-term USD/CAD put options as a cheap hedge. This balanced approach allows us to ride the broader US Dollar uptrend while staying protected against sudden commodity-driven reversals.

We should also look at the long-term benefits of the carry trade, given the wide gap between US and Canadian yields. Holding long USD/CAD positions allows us to collect positive swap rates daily, adding an extra layer of return to our portfolio. As long as the market prices in a high probability of another Fed rate hike in October, this carry advantage will keep attracting global capital to the greenback.
