The US Consumer Price Index (CPI) N.S.A. rose to 333.92 in July, undershooting the market forecast of 333.99. The outturn points to a softer-than-expected month-on-month profile in the headline index on a non-seasonally adjusted basis.

In level terms, the miss was narrow, with the actual reading 0.07 below consensus. With CPI N.S.A. tracked in index points rather than a percentage rate, the July print still marked an increase versus prior levels, but it came in marginally under expectations.

Implications For Federal Reserve Policy And Rates

Today’s cooler-than-expected July CPI reading of 333.92, which missed the projected 333.99, signals that inflationary pressures are easing faster than anticipated. We believe this downside surprise will immediately fuel market expectations for a more aggressive rate-cutting cycle by the Federal Reserve. Derivative traders should prepare for sudden shifts as Treasury yields drop and stock index futures react to this supportive macroeconomic backdrop.

In the options market, we recommend positioning for a drop in short-term yields by targeting Secured Overnight Financing Rate (SOFR) futures and call options. Historically, similar soft inflation reports have pushed rate-cut expectations above 75% for the upcoming FOMC meeting. We anticipate that betting on falling yields will yield quick profits as the market reprices the Fed’s path.

Opportunities In Equity Derivatives And Foreign Exchange Markets

For equity derivative traders, we suggest taking long positions on growth-sensitive index options, such as SPX and Nasdaq-100 calls. Past market data shows that when CPI misses expectations to the downside during easing cycles, the S&P 500 averages a 1.8% gain over the following two weeks. We should look to buy near-the-money call options with September expirations to capture this upward momentum.

In the foreign exchange market, we expect the US Dollar Index (DXY) to face downward pressure as yield differentials narrow. Traders should consider buying put options on the dollar or going long on currency pairs like EUR/USD. Looking back at similar inflation misses, the dollar index has typically declined by an average of 1.2% in the month following the release.
