US jobs growth cools and participation sinks, sharpening Fed dilemma and fuelling SOFR volatility trades

US labour market data softened in July, with nonfarm payrolls falling by 23K after a rise of 80K the previous month, and earlier months revised down. Those changes left the three-month average employment gain at 20K, while household employment readings also weakened.

At the same time, the unemployment rate edged lower as labour force participation dropped to multi-decade lows, a combination that points to cyclical slack even if some drivers are structural. The shift in the data leaves the Federal Reserve’s dual mandate more evenly balanced between inflation and employment, although the baseline expectation remains that policy stays on hold in the coming months, with risks tilted towards a hike because inflation remains high.

Market Positioning Strategies Amid Shifting Fed Outlook

We believe derivative traders should prepare for sudden shifts in interest rate expectations as the Federal Reserve grapples with a cooling labor market and stubborn inflation. With the recent drop in nonfarm payrolls and multi-decade lows in labor participation, the Fed’s focus is forced back to its employment mandate. To capitalize on this, we recommend positioning for heightened volatility in Secured Overnight Financing Rate (SOFR) futures.

Historically, when the three-month average payroll gain drops significantly below expectations, the Fed has transitioned to an easing bias within two quarters. Currently, with US Treasury 2-year yields hovering near 4.1% and the 10-year yield around 4.2%, the market is heavily pricing in a prolonged pause. We suggest using rate options to hedge against a sudden dovish pivot that fixed-income markets are not yet fully pricing in.

Trade Recommendations for Volatility and Rate Uncertainty

We favor buying near-term SOFR call options to benefit from a potential drop in yields if labor data continues to deteriorate in the coming weeks. Additionally, traders can implement yield curve steepener strategies, such as buying 2-year Treasury futures and selling 10-year Treasury futures. This setup limits downside risk from persistent inflation while capturing the upside from aggressive rate-cut pricing if unemployment spikes.

We must remain cautious of the sticky inflation risks that still skew the Fed’s bias toward maintaining higher-for-longer rates. To balance this risk, traders can utilize iron condor strategies on major equity indices, which are highly sensitive to monetary policy swings. This allows us to profit from range-bound markets if the Fed decides to stay on hold despite the weakening jobs data.
