US index futures mixed as Middle East tensions rise ahead of Federal Reserve rate decision

Dow Jones futures rose 0.11% to around 53,000 in European hours on Wednesday, while S&P 500 futures added 0.16% near 7,480, even as Nasdaq 100 futures slipped 0.17% to about 27,870. US index futures were mixed as markets weighed renewed Middle East hostilities against the imminent Federal Reserve decision. The US military reported intercepting what it described as a surprise Iranian attack targeting American troops across the region, raising concerns about potential energy-supply disruption after a period of relative calm.

Iran-backed militias in Iraq launched drone strikes on oil facilities in Saudi Arabia’s Eastern Region for a second day, with damage still unclear. CENTCOM later carried out airstrikes in Iraq targeting groups said to be preparing further attacks on US forces and Saudi energy infrastructure. On monetary policy, rates were expected to be left unchanged, but pricing implied a 31.5% chance of an immediate hike and, separately, a nearly 79.0% probability of a rise in September. In Tuesday’s cash session, the Dow rose 1.03% and the S&P 500 gained 0.21%, while the Nasdaq Composite fell 0.22%; in Asia, South Korea’s KOSPI closed down 10.84% after a circuit-breaker and Taiwan’s TAIEX dropped 4.65%.

Federal Reserve Volatility And Rate Hike Strategies

With the Federal Reserve’s policy decision looming today and markets pricing in a surprising 31.5% chance of an immediate rate hike, we advise interest rate derivative traders to brace for sudden volatility. Given the 79.0% probability of a rate increase in September, we should focus on short-term Treasury options and Fed Funds futures to hedge against a “higher-for-longer” scenario. This hawkish shift makes securing protection against rising borrowing costs our main priority as we head into August.

Geopolitical Risks And Sectoral Divergence In Global Markets

Geopolitical flare-ups in the Middle East, including drone strikes on Saudi oil infrastructure, threaten to disrupt global energy supplies and spike inflation. We recommend using Brent and WTI crude oil call options to protect portfolios against sudden supply-side shocks. Historically, during periods of heightened military tension in the Gulf, oil options volume surges as traders seek shelter from equity market downturns.

We are seeing a stark divergence between value plays and a deepening semiconductor slump, highlighted by South Korea’s KOSPI plunging 10.84% and Taiwan’s TAIEX falling 4.65%. Derivative traders should exploit this gap by buying put options on the tech-heavy Nasdaq 100, which trades near 27,870, while taking long positions on the more resilient Dow Jones futures near 53,000. This long-value, short-tech spread strategy allows us to capitalize on the massive rotation out of overvalued hardware and chipmakers.

In the coming weeks, we should also look to capture the earnings-driven dispersion by using option straddles on individual equities. While companies like Ford are beating expectations and raising guidance, tech giants are falling despite record profits, proving that the market is punishing even minor misses. Utilizing volatility derivatives like the VIX will help us navigate this highly sensitive and fragmented trading environment.
