Sterling rises as UK inflation cools, Middle East tensions cap gains before retail sales

Sterling edged up, with GBP/USD rebounding to around 1.3385 in Asian trade on Thursday after pushing above 1.3350. Gains were capped by a mixed UK inflation print and the risk backdrop in the Middle East, while attention turns to the UK Retail Sales report due on Friday.

UK headline CPI eased to 2.6% year on year in June from 2.8% in May, the lowest since March 2025 and below the 2.7% consensus, according to the ONS. Core CPI held at 2.6% year on year, topping the 2.5% forecast, while monthly CPI slowed to 0.1% from 0.2%, matching expectations. Markets expect the BoE to keep rates at 3.75% next week; Reuters said pricing implied one or possibly two quarter-point hikes by end-2026, little changed from Tuesday. In geopolitics, the US reported a 12th consecutive night of strikes in Iran, with further threats tied to any attacks in the Strait of Hormuz; Kuwait’s army said it was intercepting hostile drones, and Mehr reported a site near Ahwaz was hit.

Market Outlook and Monetary Policy

We suggest that derivative traders prepare for increased volatility as GBP/USD hovers near 1.3385 ahead of tomorrow’s UK retail sales data. Given the cooler headline inflation of 2.6%, the Bank of England is highly likely to keep interest rates steady at 3.75% next week. This monetary policy pause, combined with cooled economic data, severely limits the upside potential for the pound sterling in the near term.

As geopolitical conflict intensifies in the Middle East, we expect safe-haven flows to rapidly strengthen the US Dollar. Historically, major escalations in the Persian Gulf have driven the US Dollar Index (DXY) up by 1.5% to 2% in a matter of days as capital flees to safety. This classic risk-off environment will likely put heavy downward pressure on the GBP/USD pair over the coming weeks.

Recommended Trading Strategies Amid Rising Risks

To capitalize on this downward pressure, we recommend derivative traders purchase out-of-the-money put options on GBP/USD with a two-to-four-week expiration.
